Educaton ubde ndeed avod fnancal market falure by reducng the need for tudent to borrow and thereby reducng the rk of debt fnanced nvetment n educaton. The queton that reman to be anwered however whether educaton ubde are the mot effcent mean to warrant acce to hgher educaton. Economt have often advocated more effcent form of educaton fnance uch a ncome contngent loan or graduate taxe. The dea that both captal and nurance market falure wll be drectly addreed by provdng the fund to tudy and by (partally) nurng tudent ncome rk wthout ung educaton ubde, ee Nerlove (1972, 1975), Barr (1991, 1993), Chapman (1997), van Wjnbergen (1997), Ooterbeek (1998), and García-Peñaloa and Wälde (2000). Fredman and Kuznet (1945) and Fredman (1962) argue that graduate hould be allowed to ue equty to fnance ther nvetment n human captal. Except for García-Peñaloa and Wälde (2000), none of thee tude ha yet appled formal analy to the problem of optmal fnancng of educaton and to the oluton propoed. On the other hand, th relaton may be due to unoberved charactertc uch a parental educaton and ablte. After ntrumentng for th, Shea (2000) fnd weak evdence for the unmportance of credt contrant. Cameron and Taber (2000), Cameron and Heckman (2001) and Carnero and Heckman (2002) argue that credt contrant are not really mportant emprcally. Plug and Vjverberg (2005), on the other hand, fnd trong evdence for the mportance of captal market falure whle correctng for unoberved charactertc ung adopted chldren a a natural experment. 2

A bank and nurance compane are not able to montor tudent and graduate effort, they are afrad that tudent wll ht and run when they apply for a loan, or tudent mght become lethargc durng and after graduaton becaue they are nured agant falure outcome. Although moral hazard certanly an ue to be taken nto conderaton n the degn of publc nterventon, we alo thnk that moral hazard not the man problem explanng the captal market falure blockng effcent fnancng mechanm for prvate educaton, for two reaon. Frt, and mot mportantly, moral hazard effect would reult n overnvetment n human captal, nce the hgh return nvetment cro-ubdze the low return nvetment n thoe crcumtance. 4 Aggregate overnvetment n human captal however not a good decrpton of realty, becaue the return to n partcular hgher educaton are very hgh and for example ealy approach the return to equty. 5 We therefore thnk that undernvetment n educaton a more lkely poblty, certanly n the abence of government nterventon. Conequently, moral hazard not the domnant nformaton problem n the market. Second, moral hazard n fnancal marker wll encourage the poorer tudent to overnvet n educaton at the expene of the rcher one, nce the latter wll looe more n the cae of default. Hence, moral hazard cannot explan the well documented overrepreentaton of the well-to-do n hgher educaton. In th paper we argue that advere electon n educatonal debt market n combnaton wth the mpoblty for prvate parte to wrte equty and nurance contract coverng return on human captal explan why and how government hould ntervene n the fnancng of hgher educaton. Advere electon n debt market lead to under-nvetment becaue ome tudent wth ocally proftable nvetment wll not nvet or wll not get credt (credt ratonng). Bank may not ncreae the nteret rate to meet exce demand for credt becaue th reult n large hft n the overall rkne of tudent applyng for a loan becaue the low-rk tudent drop out of the credt market, ee e.g. Stgltz and We (1981), Mankw (1986), and Hellman and Stgltz (2000). 6 Rk avere ndvdual further requre a rk premum on ther nvetment. Hence, f thee ncome rk cannot be nured under-nvetment exacerbated, cf. Eaton and Roen (1980). We alo contrbute to the lterature on advere electon n credt market and credt ratonng by allowng for rk avere tudent. Stgltz and We (1981), Mankw (1986) and De Meza and Webb (1987), and other have generally analyzed rk neutral nvetor. However, rk averon of tudent a real lfe phenomenon and we how that the ntroducton of rk averon ha non-trval conequence. Credt ratonng le lkely to occur, and may even dappear when tudent are uffcently rk avere. The ntuton that hgh-rk tudent alo requre a large rk-premum on ther nvetment. When bank ncreae nteret rate, potve electon effect may become domnant over advere electon effect f hgh-rk tudent drop out of the credt market frt becaue they requre a larger rk premum on ther nvetment. 7 Furthermore, we how that debt fnancng of hgher educaton not optmal and that tudent would prefer equty fnancng where t avalable. However, legal problem prevent the executon of both equty and nurance contract by the prvate ector n the cae of educaton fnancng. The reaon for th that the ue of human captal a collateral or clamng t proceed a dvdend mpoble becaue lavery and ndentured labor are outlawed n all cvl ocete. Th effectvely preclude fnancal contract that are contngent upon the return of human captal nvetment. Therefore, only debt fnance provded n market, credt ratoned, and under-nvetment preval alo due to rk averon. For the cae of rk neutral nvetor Cho (1986) and De Meza and Webb (1987) have hown that equty contract are ndeed optmal n the Stgltz and We (1981) model. Looely peakng, a bank offerng a debt contract only attract the hgh-rk tudent, whle an equty contract attract only the low-rk tudent (.e. nvetor wth low-rk project). Therefore, only equty contract are offered. However, wth rk avere tudent, th le obvou. If the potve electon effect of hgher nteret rate alway domnate the advere electon effect due to lmted lablty, one mght expect that debt contract and not equty contract are the equlbrum contract, becaue debt contract then attract the low-rk tudent. We how that th doe not happen and an equty contract alway preferred to a debt contract no matter how rky the tudent are. The reaon that equty contract offer more ncome nurance than debt contract and avod dtortonary redtrbuton of ncome from low to hgh-rk tudent. A a conequence, the undernvetment problem mtgated. Student wth low-rk nvetment wll now nvet n hgher educaton whle they would under-nvet wth debt fnancng. And, more tudent wth rky educaton enroll becaue they are better protected agant falure outcome. Government nterventon n fnancng educaton warranted, becaue only the government can mplement equty contract. The crucal dtncton between prvate parte and the government that the government can montor and enforce clam on all return from human captal through the tax ytem, a t already doe through the regular ncome tax. Although both equty and debt fnancng feature ncome nurance, not all ncome rk are elmnated, o that ome undernvetment due to rk averon reman. Therefore, addtonal ncome nurance welfare mprovng. The government may retore ocal effcency by reducng ncome rk through a hgher graduate tax. We how that educaton ubde are at mot econd-bet ntrument to retore ocal effcency n nvetment n human captal. We fnd that effcency n nvetment n human captal can only be retored by gvng very large educaton ubde (on educatonal cot or nteret cot), becaue educaton ubde do not nure ncome rk. An equty partcpaton cheme wll be far more effectve to gve the hgh rk tudent ncentve to nvet n human captal, becaue of the aocated ncome nurance. An unfortunate by-product of ubdzed hgher educaton alo that t mple revere redtrbuton. The ncdence of ubde fall on the average tax payer, wherea the beneft accrue to the mot talented, and hence generally better pad. Addtonally, a dproportonal number of graduate belong to the mot wealthy famle. Hence, equty fnancng of educaton avod th pervere redtrbuton of ncome, nce n prncple no ubde are needed. Fnally, we preent ome calculaton on the lkely conequence of ntroducng a graduate tax n the Netherland. We how that n a graduate tax ytem payment uncertante are gnfcantly reduced compared to a loan ytem and ubtantal avng on government outlay could be acheved wth only modet tax rate. I.e. the varablty n tax revenue or government expendture reduced when people become more educated, ee for example Gould et al. (2000). The hgher educated are typcally le dependent on ocal beneft, have horter pell of unemployment, and o on. Th mple that a hft n tax revenue from low-klled worker, toward nvetment n hgh klled worker reduce the average rk of total tax revenue. We can at leat conclude that ubtantal poolng of rk would occur, thu reducng the fnancal uncertante nvolved n choong a partcular type of educaton. Moreover, on average the abolute ncreae n the tax rate for the hgh earnng ubject are 21
relatvely modet compared wth the decreae n abolute term n tax rate for the ubject that are relatvely le fnancally benefcal. Th effect can be attrbuted manly to the fact that there a relatvely large number of male tudent n the hgh earnng ubject. The GT reduced when the government ncreae ubde. Wth a low average ubdy of 2,119 euro the graduate tax equal about 4.4%, wth ubde equal to 50% ( 4,237 Euro) t fall to 2.9% and wth a hgh ubdy of 75% (6,355 euro) the tax rate only 1.4%. However, government avng on educaton expendture alo decreae when ubde are brought n lne wth current level, ee below. Subtantal reducton n gro government outlay can be acheved at only modet tax rate. Net government avng are ubtantally lower becaue taxrevenue drop n repone to hgher margnal taxe. Note however that we do not conder rebatng the ncreaed government revenue n the form of lower taxe. In the ret of table 1 we have computed the conequence for the GT when the crucal parameter of the mulaton model are changed. Frt, we looked at a 1%-pont lower rate of wage growth. Th correpond alo wth a hgher real nteret rate of 1%-pont or ncludng a macro-economc rk premum of 1%. Clearly, lower wage growth (hgher real nteret rate or a macro-economc rk premum) wll have mportant conequence for the GT: the tax rate ha to ncreae wth more than 1%-pont for every %-pont reducton n the growth rate of wage. Smlarly, a potve value of the requred rk premum of 2% ncreae the graduate tax to 9.7% n the bae-lne cenaro. Th would correpond to an ncreae n the real nteret rate of 2% per year or 2% lower wage growth. 22
Interetngly, repayment rate are not very entve wth repect to labor upply elatcte. We calculated cae n whch labor upply effect are abent,.e. zero for both men and women, and where the elatcty of labor upply more elatc, that,.25 for men and unty for women. Thee are upper bound that are found n the lterature. Very modet ncreae are found when labor upply elatcte are et at level that can be condered very hgh. Baed on thee fgure we may ay that moral hazard n labor upply after graduaton potentally not a very mportant factor drvng repayment condton. 6 Moral hazard, graduate taxe and ncome contngent loan So far we gnored moral hazard. In the ntroducton we argue that moral hazard not lkely to be the fundamental reaon why government hould ntervene n the fnancng of hgher educaton. Neverthele, we acknowledge that moral hazard a potentally mportant ue to be taken nto account when dcung equty partcpaton model. Drect emprcal evdence on the mportance of moral hazard n educaton fnancng lackng, but ndrect emprcal evdence ugget that moral hazard not exceve. Frt, recent experment n the Netherland howed an almot complete lack of repone n tudent work-effort to fnancal ncentve (ee Leuven et al., 2003). Second, moral hazard problem mght caue an exceve nflow of tudent wth a low return on educaton. However, emprcal reearch, by for example Cameron and Heckman (2001), ndcate a relatvely low prce elatcty of enrollment n hgher educaton, whch alo ugget that moral hazard n enrollment not that mportant emprcally. Hgh return tudent are nfra-margnal and would not leave the ytem n repone to moral hazard problem. Thrd, our own calculaton how quanttatvely that moral hazard effect n labor upply after graduaton are not very large. We therefore conclude that, n our partcular ettng, allowng for moral hazard not lkely to fundamentally change our reult. Furthermore, the government could lmt the advere conequence of moral hazard n educaton fnancng more ealy than market parte becaue the government can (and doe n many countre) collect nformaton on for example tudy mark and enrollment duraton. In addton, the government may et admon crtera for enrollment, tuton rate, and o on. By beng able to verfy tudy effort and ablte of tudent to a certan extent, government uffer le from moral hazard problem than fnancal nttuton who lack th nformaton. Conequently, the nformatonal advantage of the government would only trengthen our man pont. One could fear however that a pure equty partcpaton cheme would ental too much nurance and tudent may not exert enough effort whle tudyng or workng after graduaton. There a well-known trade-off between ncentve and nurance. One way to provde better ncentve that the government retrct the amount of ncome nurance by ettng a lmt on the repayment of graduate. In partcular, the fnancng cheme would then become a hybrd combnaton of debt and equty fnancng: an ncome contngent loan cheme. Student borrow the cot of ther educaton, repay ther debt n ncome contngent fahon through a fracton of ther ncome and top repayng when the preent value of repayment ht a certan threhold. Th threhold determned by the amount ndvdual borrow and the maxmum amount of nurance payment to cover the cot from tudent who are not able to repay. 23
7 Concluon In a pure market equlbrum there wll be undernvetment n human captal becaue of advere electon n fnancal market. We have hown that prvate market fal to delver the optmal level of nvetment n human captal due to the mpoblty to wrte contract that n effect would collateralze future wage ncome. Moreover, the mpact of th market falure goe beyond t mpact on aggregate productvty and economc growth. The ncdence of captal market falure fall mot heavly on tudent from poor houehold becaue they do not have acce to parental wealth a a ubttute for captal market. Flawed educatonal fnancng thu perpetuate nequalty. The tate doe not face the ame retrcton on enforcement of contract nvolvng future labor ncome a prvate ndvdual do; t can enforce contract that nvolve clam on future labor ncome through the tax ytem. Moreover the contract can be tructured n uch a way to enable a degree of rk harng, thereby takng away another barrer to effcent educatonal fnancng. In th paper we how that the tate can mplement contract that provde lqudty and a degree of rk harng o a to avod ocal under-nvetment n educaton. Such publc equty fnancng of educaton through a graduate tax optmal and can retore ocal effcency to nvetment n human captal. Educaton ubde are at mot a econd-bet ntrument to olve the under-nvetment problem becaue n contrat to equty fnancng, educaton ubde do not provde ncome nurance. Numercal calculaton ugget that n practce a graduate tax can ubtantally reduce net publc outlay on educaton whle protectng poor graduate agant repayment burden that are hgh relatve to ther ncome. Such a cheme would alo guarantee acceblty becaue ntal wealth (or parental ncome) play no role. In th paper we have focued olely on the effcency properte of the varou fnancng regme. The analy of dtrbutonal concern wll add addtonal upport for an equty partcpaton model a oppoed to traght educaton ubde. Th becaue the average tax payer, who payng for the educaton ubde, wll have a lower lfe tme ncome than the average graduate who ha receved them. Th bac argument apple to all level of educaton. But becaue mot countre enforce unveral chool enrollment at leat untl chldren turn 16 or 17, general taxaton probably a more reaonable vehcle for recoupng expendture on prmary and econdary choolng. Through unveral chool enrollment all taxpayer have been recpent of the beneft of publc expendture on prmary and econdary choolng. Fnancng hgher educaton through general tax revenue on the other hand ha advere dtrbutonal conequence. In future reearch we would lke to extend our analy by allowng for moral hazard effect n fnancng cheme. Although we do not thnk that th wll alter our bac argument, we expect that n the preence of moral hazard, hybrd combnaton of debt and equty, uch a ncome contngent loan, wll be optmal nce debt fnancng provde le nurance and therefore more ncentve.
