The company reported strong financials for its FY09/10 (YE: June) annual results. Earnings rose 45.0% to RMB916.8m, 8% higher than consensus of RMB848m. Revenue grew 25.7% y-o-y to RMB4,331m. The company declared DPS of 15.2 RMB cents. It had net cash of RMB2.6bn at the end of FY09/10, representing 24% of market cap. Based on consensus estimates, 361 Degrees trades on 11.5x PE based on 2011e consensus EPS. High exposure in lower-tier cities. 361 Degrees has established a strong franchise of 6,927 stores in mainland China as of end-june 2010. The majority of the company s stores are in tier 2 (20% of stores) and tier 3 cities (71% of stores). The company s future store expansion will focus on these cities, as the company views its main customer base as the middle class of China. Management guidance on annual store expansion for the next three years is 600-800 stores p.a., with an additional 300 stores for the new independent children s wear stores. This is compared to the 872 outlets opened in the current financial year. To compliment this, there has been good progress on the EPOS system, providing greater visibility on retail sales and consumption trends. Currently, the infrastructure covers 80% of its stores. Receivable days improved but are still high. The company lowered its average receivables to 97 for FY10, from 103 days in FY09. Management wants to maintain this level around 100 days; thus, credit terms are expected to stay stable, despite less rapid store additions per annum in the next three years compared to FY09 additions. Order book growth for 1H-FY11. The autumn and winter 2010 trade fairs created strong orders for the company. The winter 2010 fair showed positive y-o-y growth of 31%, with sales volumes of apparel and footwear products up 20% and 13% respectively. In addition, the ASP of these two products increased 17% and 10%, with delivery due Aug-Dec 2010. Strong results were also apparent in the autumn 2010 trade fair. Orders from both fairs should follow through to strengthen revenue in the first half of FY11. There is no guidance for the spring and summer 2011 trade fairs. Gross margin. Margins remain high with a gross margin of 39.4%, a 4.8% y-o-y increase. Higher margins were mainly due to higher ASP. ASP for footwear is between RMB210-220 per piece and for apparel around RMB170. The company also has a strong commitment to cultivating its brand and has benefited from its association with the Guangzhou 2010 Asian Games. SSS growth guidance. Same-store-sales growth for FY2009/2010 was high at 16.9% due to strong performance in trade fairs. Management expects SSS in FY11 to remain strong.

Rating definitions for long-term investment opportunities Stock ratings HSBC assigns ratings to its stocks on the following basis: For each stock we set a required rate of return calculated from the risk free rate for that stock's domestic, or as appropriate, regional market and the relevant equity risk premium established by our strategy team. The price target for a stock represents the value the analyst expects the stock to reach over our performance horizon. The performance horizon is 12 months. For a stock to be classified as Overweight, the implied return must exceed the required return by at least 5 percentage points over the next 12 months (or 10 percentage points for a stock classified as Volatile*). For a stock to be classified as Underweight, the 3

stock must be expected to underperform its required return by at least 5 percentage points over the next 12 months (or 10 percentage points for a stock classified as Volatile*). Stocks between these bands are classified as Neutral. Our ratings are re-calibrated against these bands at the time of any 'material change' (initiation of coverage, change of volatility status or change in price target). Notwithstanding this, and although ratings are subject to ongoing management review, expected returns will be permitted to move outside the bands as a result of normal share price fluctuations without necessarily triggering a rating change. *A stock will be classified as volatile if its historical volatility has exceeded 40%, if the stock has been listed for less than 12 months (unless it is in an industry or sector where volatility is low) or if the analyst expects significant volatility. However, stocks which we do not consider volatile may in fact also behave in such a way. Historical volatility is defined as the past month's average of the daily 365-day moving average volatilities. In order to avoid misleadingly frequent changes in rating, however, volatility has to move 2.5 percentage points past the 40% benchmark in either direction for a stock's status to change.
