Four Point Beginner Rik Manager Should Learn from Jeff Holman Mitake in the Dicuion of Antifragile arxiv: v1 [q-fin.gn] 11 Jan 014 Naim Nichola Taleb January 014 Abtract Uing Jeff Holman comment in Quantitative Finance to illutrate 4 critical error tudent hould learn to avoid: 1) Mitaking tail (4th moment) for volatility (nd moment), ) Miing Jenen Inequality, 3) Analyzing the hedging wihout the underlying, 4) The neceity of a numéraire in finance. The review of Antifragile by Mr Holman (dec 4, 013) i replete with factual, logical, and analytical error. We will only lit here the critical one, and one with generality to the rik management and quantitative finance communitie; thee hould be taught to tudent in quantitative finance a central mitake to avoid, o beginner quant and rik manager can learn from thee fallacie. 1 Conflation of Second and Fourth Moment It i critical for beginner not to fall for the following elementary mitake. Mr Holman get the relation of the VIX (volatility contract) to betting on "tail event" backward. Let u retate the notion of "tail event" in the Incerto (that i the four book on uncertainty of which Antifragile i the lat intallment): it mean a diproportionate role of the tail in defining the propertie of ditribution, which, mathematically, mean a maller one for the "body". 1 Mr Holman eem to get the latter part of the attribute of fattailedne in revere. It i an error to mitake the VIX for tail event. The VIX i motly affected by at-the-money option which correpond to the center of the ditribution, cloer to the econd moment not the fourth (at-the-money option are actually linear in their payoff and correpond to the conditional firt moment). A explained about eventeen year ago in Dynamic Hedging (Taleb, 1997) (ee appendix), in the dicuion on uch tail bet, or "fourth moment bet", betting on the diproportionate role of tail event of fattailedne i done by elling the around-the-money-option (the VIX) and purchaing option in the tail, in order to extract the econd moment and achieve neutrality to it (ort of becoming "market neutral"). Such a neutrality require ome type of "hort volatility" in the body becaue higher kurtoi mean lower action in the center of the ditribution. 1 The point i taring at every uer of preadheet: Kurtoi, or caled fourth moment, the tandard meaure of fattailedne, entail normalizing the fourth moment by the quare of the variance.
A more mathematical formulation i in the technical verion of the Incerto : fat tail mean "higher peak" for the ditribution a, the fatter the tail, the more market pend time between µ σ and µ σ where σ i the tandard deviation and µ the mean of the ditribution (we ued the Gauian here a a bae for eae of preentation but the argument applie to all unimodal ditribution with "bell-hape" curve, known a emiconcave). And "higher peak" mean le variation that are not tail event, more quiet time, not le. For the conequence on option pricing, the reader might be intereted in a quiz I routinely give tudent after the firt lecture on derivative: "What happen to at-the-money option when one fatten the tail?", the anwer being that they hould drop in value. Effectively, but in a deeper argument, in the QF paper (Taleb and Douady 013), our meaure of fragility ha an oppoite enitivity to event around the center of the ditribution, ince, by an argument of urvival probability, what i fragile i enitive to tail hock and, critically, hould not vary in the body (otherwie it would be broken). Miing Jenen Inequality in Analyzing Option Return Here i an error to avoid at all cot in dicuion of volatility trategie or, for that matter, anything in finance. Mr Holman eem to mi the exitence of Jenen inequality, which i the entire point of owning an option, a point that ha been belabored in Antifragile. One manifetation of miing the convexity effect i a critical micalculation in the way one can naively aume option repond to the VIX. "A $1 invetment on January 1, 007 in a trategy of buying and rolling hort-term VIX future would have peaked at $4.84 on November 0, 008 -and then ubequently lot 99% of it value over the next four and a half year, finihing under $0.05 a of May 31, 013." 3 Thi mitake in the example given underetimate option return by up to... everal order of magnitude. Mr Holman analyze the performance a tail trategy uing invetment in financial option by uing the VIX (or VIX future) a proxy, which i mathematically erroneou owing to econd- order effect, a the link i tenuou (it would be like evaluating invetment in ki reort by analyzing temperature future). Aume a periodic rolling of an option trategy: an option 5 STD away from the money 4 gain 16 time in value if it implied volatility goe up by 4, but only loe it value if volatility goe to 0. For a 10 STD it i 144 time. And, to how the acceleration, auming thee are traded, a 0 STD option by around 10,000 Technical Point: Where Doe the Tail Start? For a general cla of ymmetric ditribution with power law, the tail tart 5α+ (α+1)(17α+1)+1 at: ±, with α infinite in the tochatic volatility Gauian cae and the tandard deviation. The "tail" i located between around and 3 tandard deviation. Thi flow from the heuritic definition of fragility a econd order effect: the part of the ditribution i convex to error in the etimation of the cale. But in practice, becaue hitorical meaurement of STD will be biaed lower becaue of mall ample effect (a we repeat fat tail accentuate mall ample effect), the deviation will be > -3 STD. 3 In the above dicuion Mr Holman alo how evidence of dimal return on index put which, a we aid before, repond to volatility not tail event. Thee are called, in the lingo, "ucker put". 4 We are uing implied volatility a a benchmark for it STD. c 014 N.N. Taleb
time 5. There i a econd critical mitake in the dicuion: Mr Holman calculation here exclude the payoff from actual in-the-moneyne. One hould remember that the VIX i not a price, but an invere function, an index derived from a price: one doe not buy "volatility" like one can buy a tomato; operator buy option correponding to uch invere function and there are evere, very evere nonlinearitie in the effect. Although more linear than tail option, the VIX i till convex to actual market volatility, omewhere between variance and tandard deviation, ince a trip of option panning all trike hould deliver the variance (Gatheral,006). The reader can go through a imple exercie. Let ay that the VIX i "bought" at 10% -that i, the component option are purchaed at a combination of volatilitie that correpond to a VIX at that level. Aume return are in quare. Becaue of nonlinearity, the package could benefit from an epiode of 4% volatility followed by an epiode of 15%, for an average of 9.5%; Mr Holman believe or want the reader to believe that thi 0.5 percentage point hould be treated a a lo when in fact econd order un-evenne in volatility change are more relevant than the firt order effect. 3 The Ineparability of Inurance and Inured One hould never calculate the cot of inurance without offetting it with return generated from package than one would not have purchaed otherwie. Even had he gotten the ign right on the volatility, Mr Holman in the example above analyze the performance of a trategy buying option to protect a tail event without adding the performance of the portfolio itelf, like counting the cot ide of the inurance without the performance of what one i inuring that would not have been bought otherwie. Over the ame period he dicue the market roe more than 100%: a healthy approach would be to compare dollar-for-dollar what an invetor would have done (and, of coure, getting rid of thi "VIX" buine and focuing on very mall dollar inveted in tail option that would allow uch an aggreive tance). Many invetor (uch a thi author) would have tayed out of the market, or would not have added fund to the market, without uch an inurance. 4 The Neceity of a Numéraire in Finance There i a deeper analytical error. A barbell i defined a a bimodal invetment trategy, preented a inveting a portion of your portfolio in what i explicitly defined a a "numéraire repoitory of value" (Antifragile), and the ret in riky ecuritie (Antifragile indicate that uch numéraire would be, among other thing, inflation protected). Mr Holman goe on and on in a nihilitic dicoure on the abence of uch rikle numéraire (of the ort that can lead to uch ophitry a "he i aying one i afer on terra firma than at ea, but what if there i an earthquake?"). 5 An event thi author witneed, in the liquidation of Victor Niederhoffer, option old for $.05 were purchaed back at up to $38, which bankrupted Refco, and, which i remarkable, without the option getting cloe to the money: it wa jut a panic rie in implied volatility. c 014 N.N. Taleb 3
Figure 1: Firt Method to Extract the Fourth Moment, from Dynamic Hedging, The familiar Black and Schole derivation ue a rikle aet a a baeline; but the literature ince around 1977 ha ubtituted the notion of "cah" with that of a numéraire, along with the notion that one can have different currencie, which technically allow for change of probability meaure. A numéraire i defined a the unit to which all other unit relate. ( Practically, the numéraire i a baket the variation of which do not affect the welfare of the invetor.) Ala, without numéraire, there i no probability meaure, and no quantitative in quantitative finance, a one need a unit to which everything ele i brought back to. In thi (emotional) dicoure, Mr Holton i not jut rejecting the barbell per e, but any ue of the expectation operator with any economic variable, meaning he hould go attack the ten of thouand reearch paper and the exitence of the journal Quantitative Finance itelf. Clearly, there i a high denity of other mitake or incoherent tatement in the outpour of rage in Mr Holman review; but I have no doubt thee have been detected by the Quantitative Finance reader and, a we aid, the object of thi dicuion i the prevention of analytical mitake in quantitative finance. To conclude, thi author welcome criticim from the finance community that are not traw man argument, or, a in the cae of Mr Holmam, violate the foundation of the field itelf. c 014 N.N. Taleb 4

Appendix (Dicuion of Betting on Tail of Ditribution in Dynamic Hedging, 1997) From Dynamic Hedging, page 64-65: A fourth moment bet i long or hort the volatility of volatility. It could be achieved either with out-of-the-money option or with calendar. Example: A ratio "backpread" or revere pread i a method that include the buying of out-of-the-money option in large amount and the elling of maller amount of at-the-money but making ure the trade atifie the "credit" rule (i.e., the trade initially generate a poitive cah flow). The credit rule i more difficult to interpret when one ue in-the-money option. In that cae, one hould deduct the preent value of the intrinic part of every option uing the put-call parity rule to equate them with out-of-the-money. The trade hown in Figure 1 wa accomplihed with the purchae of both out-of-the-money put and out-of-the-money call and the elling of maller amount of at-the-money traddle of the ame maturity. Figure how the econd method, which entail the buying of 60- day option in ome amount and elling 0-day option on 80% of the amount. Both trade how the poition benefiting from the fat tail and the high peak. Both trade, however, will have different vega enitivitie, but cloe to flat modified vega. Appendix: The Body, The Shoulder, and The Tail From the new book (Taleb 014): We aume tail tart at the level of convexity of the egment of the probability ditribution to the cale of the ditribution. Where Do the Tail Start? The Croover and Tunnel Effect. Notice in Figure 3 a erie of croover zone, invariant to a. Ditribution called "bell hape" have a convex-concave-convex hape (or quai-concave hape). Let X be a random variable, the ditribution of which p(x) i from a general cla of all unimodal one-parameter continou pdf p σ with upport and cale parameter σ. Let p(.) be quai-concave on the domain, but neither convex nor concave. The denity function p(x) atifie: p(x) p(x + ε) for all ε > 0, and x > x and p(x) p(x ε) for all x < x with {x : p(x ) = max x p(x)}. The cla of quaiconcave function i defined a follow: for all x and y in the domain and ω [0, 1], p ω x + (1 ω) y min p(x), p(y) 1- If the variable i "two-tailed", that i, = (-, ), where p δ (x) p(x+δ)+p(x δ) 1. There exit a "high peak" inner tunnel, A T = ( a, a 3 for which the δ-perturbed σ of the probability ditribution p δ (x) p(x) if x ( a, a 3. There exit outer tunnel, the "tail", for which p δ (x) p(x) if x (, a 1 ) or x (a 4, ) c 014 N.N. Taleb 6
