PREFACE Farming as a business is a relatively new concept for small-scale farmers who have traditionally farmed as a way of life to provide for their subsistence needs. The current approach involves a deliberate choice of farm enterprises with an aim of maximizing on the benefits that they can gain from their activities. It requires a change in the way smallholder farming is perceived. This is because farming is a profitable venture which provides gainful employment and a source of livelihood to many people. Like farmers, extension officers have to deal with this relatively new concept. Most livestock extension officers have a background in Animal Science or other Agriculture-related courses. This limits their knowledge and skills in business related subjects. To address this Smallholder Dairy Commercialization Programme (SDCP) trained some of the implementing officers in Farming as a business at the Agricultural Information Resource Centre (AIRC). The five-day course was broad in the areas covered. However it was not possible to exhaustively cover all the necessary content although the training provided a good foundation. These guidelines are intended to assist programme implementers involved in training of farmers in farming as a business. They outline the objectives for the respective sessions and propose the approach that can be adopted. It must be emphasized that adult learning principles must be followed during the sessions. Similarly action points should be indicated for all training sessions to facilitate follow up and effectiveness of the training. The content of the training will depend on the level of the group in the Market Oriented Dairy Enterprise (MODE) process. The training needs of the group should also be considered when determining the issues to be covered in the session. This manual has been compiled by the Dairy Enterprise Development Officer, SDCP. It has incorporated the contribution of District Dairy Officers and Divisional Livestock Extension Officers during the professional group meeting in held in May 2010. The contribution of Bernard Kimoro, the Dairy Production Officer in providing livestock records and Jeff Otieno, the Assistant Monitoring and Evaluation Officer in providing images and illustrations is acknowledged. Lesson 1: INTRODUCTION TO FARMING AS A BUSINESS Objectives The lesson is intended to introduce the concept of farming as a business By the end of the lesson participants should be able to appreciate that farming is similar to other businesses in their locality and can be run as a profitable venture Approach Training sessions should be interactive with limited use of lecture method. The facilitator will pose questions to the participants and guide their discussions. Local examples should be used to illustrate the lessons as much as possible. Content 1. What is a business? (Ask participants the question) A business is defined as an organization that buys or sells products or services for money It can also be defined as an activity in which a person earns a profit from providing a service or from supplying goods 2. What are the key features of a business? Buying Selling Product or service Money as a means of exchange Profit as the motive for doing business Profit is the amount left after subtracting the cost of giving a service or supplying goods from the amount paid for the service or goods 3. What are the similarities between farming and other businesses? (Let the participants give their views) Investment in inputs investment in land (including leasing), seeds/planting material, labour, feeds, livestock 3
Operational activities feeding, milking, cleaning, dipping/spraying, deworming Marketing activities transporting milk to selling point, value addition, selling Seasonality rain-fed farming follows rain patterns, tailoring follows patterns e.g. school uniform at beginning of the year or school term, Christmas, etc. Objectives: earning income and ultimately meeting the needs of the business operator and his/her family 4. Farming as a business entails carrying out farming with the aim of making profit It involves planning and analyzing the risks and returns of a proposed activity so that the farmer can select the enterprises which will enable him meet the desired objectives Farming as a business enables more efficient use of resources as they are applied to activities which will yield good returns 6. Lesson 2: MY FARM BUSINESS Objective The objective of the lesson is to assist individual farmers conceptualize their farming activities as business activities whose purpose is to maximize their earnings. Approach During the lesson participants will assess their current performance and identify some measures to be taken to improve it. Content The lesson will begin with a recap of Lesson 1. This will be followed by a simple income and expenditure analysis with each farmer writing down the sales volumes, revenue, costs and profit/loss. Gross margin analysis This involves summarizing the income earned from an enterprise and the expenses incurred directly on the enterprise within a given period e.g. one year and calculating the difference of income above the expenses. The difference between the value of sales and the total variable costs is the gross margin of the enterprise. Example: Sotet farm is on a 3 acre plot and has 2 cows which are in milk and a calf. One of the cows produces an average of 20 litres and the other 18 litres per day. Sotet Farm Income and expenditure of dairy enterprise for the year 2007 Kshs. Kshs. The 22,995 is the value of milk consumed at home and which the farmer would otherwise have bought. Only variable costs have been included in the above example. There are other costs that are related to the enterprise indirectly such as stationery for keeping records, management costs and depreciation. These are deducted so that the net profit can be determined. It is important that the level of profit is high enough to meet the expenses of the enterprise, provide for replacement of stock and equipment and leave surplus for the business owner. Exercise: 7
The facilitator will guide participants in a simple illustration that reflects common practices and level of production in the area so that each farmer can reflect on the performance of their farms. Are the farms operating at a profit or at a loss? What can we do to address this? In order to increase profit we can i. Increase revenue without raising costs at the same magnitude ii. Maintain the same level of revenue while reducing the costs iii. Increase revenue and reduce cost at the same time List measures that can be taken to increase revenue (reference should be made to the gross margin analysis and examples that are relevant to the context of participants used) i. Increasing the volume of milk sold increasing milk production, reducing milk losses ii. Selling where we can obtain higher prices. The farmers can identify alternative markets that can pay higher prices without them incurring transport costs that are equal or in excess of additional income to be earned at the alternative market iii. Preparing and selling high value products e.g. mala and yoghurt iv. Selling by-products e.g. in the above example the farmer is selling manure. Farmers can produce surplus hay which they can sell during the dry season when animal feed is in high demand and fetching high prices. Exercise 1. List measures to reduce cost. 2. Identify the respective costs and what can be done to reduce them without reducing the level of milk production. In the above example the farmer can reduce costs by formulating feeds on the farm to reduce the expenditure on dairy meal. He can also conserve feeds to avoid buying hay in the dry season. If he does not have sufficient land to plant fodder he could buy hay when 8
there is plenty of feed because the prices are significantly lower and store it for the dry season. Timely heat detection can be used to reduce the number of repeats in AI service. Similarly improved husbandry practices can lower the incidence of management diseases and thus reduce the cost of veterinary services. Transport costs could be reduced by bulking the milk with other farmers and using economies of scale as a means of reducing the transport cost per litre of milk. Break even analysis Income Expenses A break-even point indicates the output and price at which there is no profit or loss because the costs are equal to the income. It is important because it shows the minimum output that should be sold for the farm not to operate at a loss. It therefore gives information to be used in production and pricing decisions. In the above example if the price of milk is 21/- per litre and the fixed costs are 24,000/- the total costs will be Kshs.254,140. The least number of litres of milk the farmer should sell is 12,102 (254,140 21) translating to 34 litres per day (12,102 365) if he sells milk all the days of the year. This amount is what will meet the costs without leaving any surplus. If he requires that the enterprise gives him a surplus he will have to raise the income without raising costs by the same margin. This can be improved by increasing milk production and sales. If there is a market for yoghurt more of it can be produced and sold because it gives higher returns than fresh milk. Action points: 9
1. What are the specific measures each farmer will take on his/her farm as a follow up of the lesson? Let each participant list the actions to take. These should be used to develop the farm specific dairy enterprise plan 2. Group level action points Let participants discuss and identify the activities they shall undertake together as a group to improve their earnings e.g. areas of common interest for training that will help them increase their earnings, fodder bulking to help them access quality planting material that will help them increase milk yields, demonstrations on how to plant fodder, training on processing of milk products, collective marketing and any other activity they may carry out as a group to increase their incomes. The next session should be used to concretize the way forward for the farmers by facilitating the development of farm specific plans. A draft outline is given next: 10

Lesson 3: RECORD KEEPING Lesson objectives The objectives of this lesson are to: 1. Explain the importance of record keeping to the business 2. Help participants appreciate and adopt the practice 3. Equip participants with skills to keep basic records that provide information for decision making and facilitate access to financial and other support services. By the end of the lesson participants should 1. Appreciate the importance of keeping records 2. Be able to keep basic records on their farms/businesses Lesson Recording keeping is an important practice for any business. 1. What are records? They are written information about transactions e.g. what has been done, bought, sold, etc 2. Why are records important? They help us to stay in control of resources They help us in decision making They help in monitoring performance They communicate about the farm business to other parties. When we are dealing with other parties they may require information and evidence from records kept e.g. when seeking business development assistance or when we approach financial institutions for a loan. Our minds cannot store all the important information which we may need to refer to later. We may also not remember all the important information instantly as and when required even if we have a good memory. It is therefore necessary to document information for reference by the farmer and other parties who work with him. 3. What records should the farmer keep? 13

These records provide information which is used to generate financial statements such as income and expenditure account and balance sheet. 15
Lesson 4: FINANCIAL MANAGEMENT The objective of this lesson is to introduce participants to basic financial management By the end of the lesson participants should 1. Appreciate the importance of saving 2. Understand what credit is 3. Know where they can go for financial services 4. Understand what investing is and identify some possible investments in their area The lesson may be carried out in two sessions two hour sessions. The first session will cover the concepts of money, saving and investment. The second session can be focused on credit and related issues. MONEY 1. What is money? Let the participants discuss Money is a medium of exchange. Before money was used as the medium of exchange there was barter trade where parties exchanged the commodities they needed. Money is preferred as a medium of exchange for several reasons: It is widely acceptable It can be held in various denominations making it divisible It is portable It facilitates trade in different areas and commodities 2. Why is money important? Discuss 3. How do we get money? Sale of farm produce, sale of assets, trading, employment, dividends, interest income, borrowing, etc (Discuss how group members can mobilize resources as individuals and as a group) Njaa Marufuku Kenya a programme under the Ministry of Agriculture, CDF, Youth Enterprise Fund and Women Enterprise Fund are some of the government programmes that can be approached for funds by the groups. The Youth Enterprise Fund and Women 16
Enterprise Fund are loans at subsidized interest rates. Njaa Marufuku Kenya gives grants to approved agricultural projects that contribute to food security in the country. 4. How do we use money? Consumption e.g. food, clothes, shelter, paying for utilities such as telephone credit and other necessities of life Investment e.g. plots of land, in shares, dairy cows, business, rental houses Saving SAVING Purpose of saving 1. Daily financial management: to manage and deal with day-to day expenses and occurrences as well as emergencies 2. Consumption smoothing: dealing with seasonality by holding over income from one period to another 3. Accumulation: building up savings to meet large future expenses such as purchase of land, equipment, payment of school fees, etc 4. Insurance: building up savings to deal with irregular events such as illness, burials, marriage, ceremonies, How do we save? Discuss how group members can save individually and as a group. Savings may be in the form of money or in kind e.g. livestock, foodstuff in granary, etc What are the advantages and disadvantages of the modes of saving discussed? How and where should we save based on the advantages and disadvantages we have identified? How frequently should we save? Discuss How can we increase our savings? Some of the features that clients look for when identifying a savings facility are: Safety Ease of withdrawal when they need to access their money Proximity 17
High interest rates/returns on their savings Informality of procedures and simplicity to cater for the illiterate/semi-literate members INVESTMENT 1. What is investment? It is putting aside money in something that will increase the value of assets or increase the ability to earn additional income in future 2. Why do we invest? Discuss To increase income so that one is able to meet future needs and aspirations Wealth and employment creation Security for old age and to create a reserve for use in times of emergencies Leaving inheritance for our children 3. How can we invest? Discuss There is need to consider the feasibility of an investment. Do not put your hard earned money in a venture which will not generate sufficient returns just because your neighbour has invested in the same. Get-rich-quick schemes such as the pyramid schemes can make you lose money. You should therefore invest in a business which you understand and with people who you can trust. Consider whether you want the investment to generate income for you in the short term, medium term or long term so that you can invest in what suits your requirements. Exercise 1. Discuss some of the investment opportunities and classify them according to whether they are short, medium or long term 2. There is need to consider the risk involved and diversify the enterprises so that you may spread the risk. Discuss the risks involved in the enterprises listed above. What other enterprises can be combined or how can the risks be managed? E.g. a farmer investing in dairy farming can reduce risk of failure due to drought and inadequate feed by harvesting water and conserving feeds. Action points 18
1. What are some of the opportunities available for us to invest in as a group? E.g. milk marketing to address the problem of market access and to help us generate additional income. (This session can be followed by training in business planning or proposal writing) 2. Ask the group members to consider some of the investments they can make as individuals. CREDIT This is one of the sources of money for the business. It is money given by one party to another for a time with the understanding that the party which has received it will pay it back at a later date according to the terms agreed on. Why do people take loans? What are the advantages and disadvantages of borrowing from the different sources listed? Discuss Features of a loan Principal: This is the amount of money borrowed Interest: refers to the cost of the loan which is calculated as a percentage of the principal. Interest may be charged on a fixed amount or on a reducing balance. This will affect the total amount paid on the loan (illustrate) Grace period: This is the duration between the time a loan is disbursed and the time that repayment commences Repayment period: refers to the time given for the loan and interest to be paid in full Instalment: Payments are divided into amounts to be paid periodically. The amounts comprise a portion of the principal and interest Security/collateral: Usually the lender requires an asset that can be sold in event of the borrower s failure to repay the loan. The type and value of the security depends on the loan amount and the policy of the lender. Land title deeds, motor vehicle logbooks, equipment, warehouse receipts and group guarantee are some of the forms of security which are commonly used Preliminary expenses e.g. application fees, agreement fees When one takes a loan he should realize that it is not free money. It is money that comes at a cost and which must be repaid at a future date. Failure to repay may have legally enforceable consequences resulting in loss to the borrower. Borrowing money as a group There are different financial products available for different purposes such as development, school fees, purchase of shares, purchase of household items, purchase of dairy cows, construction of farm structures and purchase of farm equipment. Loans are available to individuals and to groups. A group may have a proposed investment project but may lack sufficient funds to implement it. They may opt to finance the project using a loan. Members are responsible for repaying the loan. 20
Group guarantee is one of the ways of securing money advanced to group members. Under this method members commit themselves to repay funds owed to the lender when the borrower defaults. The method is increasingly becoming common as some of the borrowers lack title deeds, motor vehicle log books or other forms of security. Managing default When a borrower fails to pay money owed on the specified date as agreed with the lender he is said to have defaulted. The reasons for failure to repay on time are diverse. Discuss some of the reasons. What are the consequences of defaulting? Discuss 1. The lender may sell the asset pledged as security resulting in loss to the borrower 2. The borrower may be sued 3. Where members of the group have committed themselves as guarantors they will put pressure on the defaulter to force him to repay. In the event that he still does not repay they may take his possessions so that they are sold and money obtained to cover the outstanding amount. 4. The defaulter may lose credibility depending on the reasons for default. The guarantors may not want to guarantee him in future while to the lender the credit rating will be negative making it difficult to access credit in future What should we do so that we do not default? When we borrow we should remember that the money belongs to someone else. We should therefore be good stewards and use it for productive purposes and repay it as agreed with the lender. If it becomes difficult to raise the instalments as agreed the borrower can consider the options available to him including negotiating with the lender to accept lower instalments or extending the loan period. With the many possible sources of credit a borrower may find himself over-burdened with loans. While professional ethics may hinder formal institutions from lending to clients with too many loans it is still possible for borrowers to access multiple loans. The borrower should therefore protect himself by making sure that he is not over-exposed. When taking a loan 1. Make sure that you borrow an amount that you are able to repay 21
2. Consider the cost of the loan. The investment being funded by borrowed funds should yield a higher return than the amount you pay for borrowing in the form of interest, application fees, processing fees and other costs associated with using borrowed funds 3. Consider the expected cash-flows and whether they will meet the requirements for payment of repayment instalments and leave a surplus that justifies taking the loan 4. Know the terms and conditions of the loan. Are you ready to abide by them? The 5 C s of credit When a lender is analyzing a loan application there are keys issues considered when assessing the creditworthiness of the intending borrower. These are summarized in 5Cs namely: 1. Capacity sufficient cash-flow to service the repayment obligations as they fall due 2. Collateral assets used as security for the debt 3. Character integrity, indication of trustworthiness to repay the loan 4. Capital networth of the borrower and the money that the borrower has put in personally in the business 5. Conditions of the borrower and the overall economy PROPOSAL WRITING Another way of mobilizing resources is through soliciting for funds from donors or lenders. A proposal is a tool used for this purpose. In this lesson we shall learn the basics of writing a proposal. Lesson objectives 1. To explain the concept of proposal writing 2. To equip participants with skills to write proposals that will help them access assistance whether financial or non-financial in their development initiatives By the end of the session participants should be able to 1. Describe what a project proposal is 2. Prepare a simple project proposal to address problems in their area or initiate development interventions 22
Introduction Groups and individuals may intend to carry out activities in order to solve a problem or bring about development. This requires resources to implement. Resource mobilization can be done internally for example where group members use their merry-go-round contributions. Some projects can however not be implemented without external assistance. This could be in the form of grants which are not repaid to the provider or loans which are payable with terms and conditions including payment of interest. In order to access external funds the intended project and application of funds should be documented in the form of a proposal. Proposal writing is therefore important in resource mobilization. A project proposal is also a useful management and decision making tool besides being commonly used to solicit funds. Purpose of a project proposal 1. A project proposal communicates the development idea to other parties e.g. development partners who may be involved in the implementation process 2. Careful project preparation ensures analysis of potential problems which could emerge The proposal should contain answers to the following: 1. What is the proposed project? 2. Why should the project be carried out? 3. How will it be accomplished? 4. When will it be done? 5. How much will it cost? 23
6. How will it be financed? 7. Who will carry out various activities in the project? Some donors may have specific formats for proposals presented to them. Some are in the form of application forms that have sections for specific information about the proposed project. Such forms ensure that all the pertinent information is included. Below are some important elements of a proposal Elements of a project proposal 1. Title page 2. Project summary: This provides a description of the project idea, major components, expected outputs to be generated and project location. It comprises a brief statement of essential elements of the project, rationale, project priorities, objectives, scope, description of beneficiaries, investment period, project organization, financial and economic effects. 3. Introduction: This includes relevant information about the project such as the history of the project idea/concept, parties involved in preparation of the proposal, period of preparation and acknowledgement of parties that make a contribution during the preparatory phase. 4. Background information: Description of the current situation e.g. poverty levels and other economic factors that are related to the proposed project Brief on the sector, opportunities and constraints faced Development and social objectives e.g. poverty reduction, increased per capita income. These objectives should be linked to the area development plans, national development goals e.g. vision 2030, contribution to millennium development goals, and national strategy for sector development such as strategy for revitalization of agriculture Income distribution and poverty incidence to give a framework for justification for selecting a particular region or line of action Institutions involved in development and financing of the project 24
5. Project rationale: This constitutes a persuasive argument for selecting the project. It includes a discussion of the development opportunities and constraints; technical, social and economic reasons for selecting the interventions as opposed to others; reasons fro the project scope; discussion of potential risk and measures to mitigate against them. 6. Project area Physical features: geographical location, rainfall, water resources, soils, environmental issues such as deforestation and land degradation if they affect the area Economic base: economic activities, resources such as land, livestock, input supply, product marketing Social aspects: population and demographic patterns, ownership and control of resources, gender participation Infrastructure: water, roads, electricity Institutions in the area e.g. development agencies, service providers e.g. organizations providing financial services 7. Objectives: Statement of broad objectives, specific objectives and specific quantifiable outputs/targets of the project 8. How the project will be accomplished: Methods and technology; resources required; skills required. 9. When the project will be done: this involves scheduling of activities 10. Project costs and benefits: Estimated capital requirements; operating requirements; annual revenues; cash flows; employment generation; other benefits 11. Financing: Amount to be invested; resources to be contributed from within; funds required from other sources; how the financing gap will be bridged; if a loan is to be used then the proposed repayment schedule should be indicated; expected payback period. Forecasts of cash flows, income and expenditure statements should be annexed to the proposal 12. Organization and management: This section gives information about who will carry out the project. This includes the persons responsible for various tasks and the skills that will be required 13. Outstanding issues: These are issues that need to be resolved and which could impact on the successful implementation of the project. 25
14. Annexes: Projected accounts, schedules, copies of registration certificate for group, copy of business certificate, Kenya Dairy Board certification, tables, maps, photographs, results of surveys, market assessments or any other relevant documentation in support of the proposal. Conclusion There is need to demonstrate how the project benefits will be sustained in the long term so as to justify the investment. Assumptions should be tested and contingency measures put in place so that in event of unfavourable occurrences the project does not fail. While it is important to be optimistic risks should be assessed realistically and measures taken to minimize them so that the project investment is not lost. 26
Lesson 5: BUSINESS PLANNING Lesson objectives By the end of the session the participants will be able to: Define what a business plan is Describe the various components of a business plan Prepare a simple business plan What is a business plan? It is a written statement which shows where a business is where it is going how it will move from where it is to where it is going It is therefore similar to a map on a journey Importance of a business plan A business plan is important because it outlines the operations of a business and facilitates the making of timely decisions on how the business can be improved. It shows what the business intends to achieve in future (objectives) A business plan helps to point out any mistakes on paper before resources can be committed It is a decision making tool. It guides the person implementing it because it details the activities, timing of activities, resource requirements, purpose and how the activity will be carried out It helps in assessing progress made i.e. performance against set targets A business plan explains the business to outsiders for example when one wants to obtain a loan from a bank What should be included in the business plan? There is no specific format that is used as the standard for all businesses. This is because: Businesses differ in age, size and type of operations 27
The people who require you to have a business plan differ in their requirements. For example the financier may want to know the position of the business, the potential for profitability, the risks it could face and the chances of the business repaying the loan advanced. The owner or manager of the business on the other hand needs information to guide his decision making as he uses the business plan as a management and planning tool. Components of a business plan 1. Cover sheet 2. Statement of purpose: why the plan is being written e.g. is it for seeking a loan? If so, what is the reason for seeking the funds, how much money are you seeking, for how long do you require the funds, how do you plan to repay the loan, what security are you offering for the loan, etc. 3. Executive summary of key points in the plan written when the plan is complete 4. Background of the business: brief history, current situation, reason for seeking assistance. New businesses (start-ups) can indicate the reason for their proposals as they do not have a historical background to refer to at this point in time. The existing businesses may provide information on the business for, ownership, when it started, past performance (including achievements and challenges/shortcomings faced), objectives and reason for required assistance. The objectives of the business include short term ones e.g. to attain sales revenue of sh.1 million by December 2009 and long term objective e.g. to open five milk bars/ process and package milk in the next three years. 5. Owner/manager and other key people in the business: their qualifications, skills and past experience; their ability to successfully carry out the proposed business: and any training that may be required. 6. Product: this includes a description of the goods or services being provided and how they are used; 7. Market - present market situation for the products, demand and available substitutes; target market and your expected market share; advantages of your product against competing goods and services, proposed price and distribution 28
channels; sources of supplies and raw materials; expected future market growth e.g. a hardware shop owner in an area that is opening up and many people are buying land and are beginning to settle; marketing strategy how will people become aware of and buy what you are offering. Advertising through pamphlets, media, word of mouth, excellent customer services, etc. 8. Production: the process; resource requirements: and quality assurance. 9. Cost and financing: estimated cost of the proposed business and proposed sources of required funds. The estimated costs should include cost of fixed assets such as land, buildings, machinery and equipment. The proposed funding should include the amount that will be contributed by the business owner and the amount of credit required. 10. Expected performance: expected business profit and assets. The information is obtained from the financial statements: income statement, balance sheet, and cash-flow statements prepared for a number of years. 11. Action plan: this details the actions to be taken in implementing the business proposal. It shows what is to be done, when, how long it will take and by whom. This is normally presented in the form of a schedule/table and is reviewed from time to time. 12. Organization and management: key personnel, human resource strategy, ownership, critical risks/contingencies. 13. Appendix: attachment of necessary documents in support of information contained in the business plan. For example financial statements projected income statements, cash flow statements, balance sheet. Copies of past performance records Copies of plot maps, title deeds Copies of CVs, certificates, etc Guidelines in writing a business plan 1. Keep it short but include all the important information 2. Write the plan with a future perspective i.e. Orient the plan towards the future 3. Avoid exaggeration/window dressing 4. Highlight critical risks and proposed measures to minimize their effect 5. Identify target market and do not over-diversify 29
Lesson 6: MARKETING Farming as a business involves production with the market in mind. It is driven by what is being demanded by consumers. The farmer should therefore identify his market so that he can know what to produce, when to produce and how much of it. Marketing is important to farming as a business because it involves the processes that move products from the farm to the consumer and translates it into income. Four key components of marketing should be considered when making decisions. These are: product; price; place; and promotion. Product The product to be sold will be determined by the customers needs, tastes and preferences. The dairy farmer has the option of selling fresh milk or milk products if there is a market for them and they can be produced and sold at a profit. The products should be well packaged and labelled for them to be attractive to customers. Price The price of the product will be influenced by production costs, the price being offered by the buyers, the level of supply and demand, the price of similar products or substitutes, desired profit margin and the bargaining power of the farmer among other factors. Place This involves decisions on how the product will reach the consumer. There different ways of reaching consumers depending on the people involved in the marketing chain. The farmer may take milk to a collection centre or engage a transporter to carry the milk for him, sell it direct to consumers or sell through middlemen. The decision of how the product will reach the consumer will depend on the distance, costs involved, presence of middlemen, transporters, processors and collection centres among other considerations. Promotion This involves creating awareness about a product for example through advertising and making samples available for tasting. It is essential to the success of the business because customers must become aware of the products so that they can buy. This is particularly important for new products and new brands which are being introduced in the market. 30
Lesson 7: NEGOTIATION SKILLS Lesson Objective By the end of the lesson participants should 1. Have a basic understanding of the concept of negotiation 2. Identify areas in their daily activities as dairy farmers and traders in milk and dairy products where negotiation can be applied 3. Be able to apply negotiation skill in their transactions with input suppliers, service providers Lesson approach Role play can be used to demonstrate a conflict situation and resolution of conflict through negotiation. A familiar example like dowry negotiation can be used to illustrate points in the lesson Lesson 1. The concept of negotiation Negotiation is a communication process through which parties resolve conflict. Two or more parties can also negotiate where they have a matter that is of common interest e.g. in buyer-seller relationship where the buyer wants the commodity that the seller is selling and the seller is interested in selling commodity. Conflict arises because the buyer wants to buy at the least cost possible while the seller wants to get the highest price possible. In the context of bilateral and multilateral settings, negotiation is a legal and orderly process by which governments and other actors adjust or settle their differences. 2. The process of negotiation Negotiations go through three main phases:- a) Pre-Negotiation phase: Also called diagnostic phase. Here parties determine whether they want to negotiate or not. It is the diagnostic phase of information gathering. Parties must show the will to reach an agreement and also attain a turning point of seriousness in the negotiation process. b) Conceptualization/formula phase. 31
Here parties agree on a common formula or concept. There is search for a shared perception or definition of the problem. Parties also agree on fundamental values that will guide each side s demands and concessions. Finally they establish criteria of justice that would be acceptable to all sides. c) Details phase This consists of a long, tense search for agreement on details to implement concepts agreed on during the formula phase. Technical experts predominate and parties give offers and make demands, they make concessions, exchange points and bring negotiations to an end. Managing conflict through negotiation Conflicts occur when there are differences in interests and objectives. To get rid of the conflict there is need to strike a balance therefore the need for negotiation. Types of negotiation Win-win: sometimes called integrative or cooperative. It involves finding areas of common interest in which agreements benefit both parties Win-lose: distributive, zero-sum game, or competitive negotiation. Satisfying one party s needs carries the price of loss to the other party. Negotiation on merits: this involves separating personality from the issues. The focus should be on the deeper interests and needs of the parties and not their stated positions. Options for discussion should emphasize mutual gain/win-win solutions. The basis for determining the result of a negotiation should be objective standards which are seen as fair by both sides. Strategies and tactics in negotiation Attitude: negotiation is about creating trust by listening in order to understand. Information: get the facts surrounding what you are negotiating about Time/deadline: the greatest concessions occur at the last minute Power/control: power occurs in the context of competition, legitimacy, expertise, limited authority. 32
Competition: describe your uniqueness and develop your options Legitimacy: establish your background and credentials early Expert solutions: use their expert to help you Power of limited authority: establish your authority early and gain commitment to offering solutions Place The place of negotiation is important as it has consequences on the progress and results of negotiations. Four options exist for selecting place. i) My place Benefits of negotiating at home are many. Knowledge of negotiation environment Gives you control of the environment Gives you opportunity to lead the negotiations Its easy to access own experts Its cheaper ii) Your place Environment is unfamiliar and uncontrollable however it leads to learning iii) Some other place Disadvantage: A foreign location inhibits deal-making in negotiations. iv) Teleconferencing-no place Cannot eliminate the need for face-to-face negotiations Eliminates opportunities for productive socializing Not sufficient learning Useful in two situations: a) relative simple transactions, b) both parties know each other. Language Communication is the essence of negotiation hence language is important. The understanding must be clear Negotiate in a language you understand well 33
Alternatively employ an interpreter. If using an interpreter:- a) Hire your own b) Brief him/her before negotiations start c) Guard against interpreter taking control d) Speak in short statements c) Avoid business/professional jargon because it can hinder mutual understanding Culture Culture is a special barrier to deal making. It can lead to misunderstanding during negotiations as cultural differences influence interpreting of actions. A negotiator therefore needs to: observe his/her own words and actions observe the meaning of the other side observe their words or actions be alert to effects of culture on deal making Ethical dilemmas in negotiation Many people approach negotiations to advance their interests and may employ unethical practices in the process. While the definition of what is ethical is relative, the term is used to refer to what is generally acceptable. Unethical practices in negotiation include: Misrepresentation of facts suppression of the truth Duress/ coercion strong arm tactics Undue influence where the parties do not have equal bargaining power Bribery/corruption Exaggerating / over-promising Conflict of interest Extortion 34
Lesson 8: CONTRACTS Lesson Objective To introduce the concept of contractual agreements By the end of the lesson participants should know what a contract is, who can enter into a contract and how a contract can be used to improve on how they conduct their businesses. Introduction 1. What is a contract? (Pose the question and let participants discuss what they understand a contract to be and whether they have been involved in any form of contractual arrangements) Definition: A contract is a legally binding agreement. Although all contracts are agreements not all agreements are contracts. Contracts can be enforced in a court of law. 2. What constitutes a contract? A binding contract comprises the following: Offer and acceptance This involves at least two parties e.g. a farmer offers to sell milk to a processor at a certain price and the processor accepts that he will collect the milk at the agreed place and pay for the milk delivered at the agreed price Consideration This is something of value that is given in exchange for the promise Capacity to contract: minors, insane persons and drunkards do not have the capacity to enter into a contract Intention to be legally bound Lawful object the purpose or business for which the contract is being entered into must be acceptable according to the law Free and genuine consent a contract cannot be entered into forcefully Definite and specific terms 3. Factors influencing the validity of contracts The validity of a contract is affected by: a) Mistake regarding the existence or identity of the subject matter. It should be noted that a person is bound by the terms of any document he or she signs. Illiteracy or ignorance cannot be used as defence to exempt the person from the commitment made by signing the contract. 35
b) Misrepresentation false statement of fact c) Duress (coercion) actual or threatened violence to one of the parties to the contract or someone associated with him/her d) Undue influence occurs in a situation where one of the parties to a contract is in a position to dominate the will of the other party thus preventing the party from exercising free judgment. e) Illegality an unlawful contract cannot be enforced 4. How is a contract brought to an end? A contract is discharged in any of the following ways: Performance the parties accomplish their duties and obligations according to what was agreed on Agreement the parties can mutually agree not to carry out the requirements of the contract and dissolve it Frustration e.g. through incapacitation which prevents performance Breach i.e. violation of terms failure to perform, renunciation where one party to the contract repudiates his liabilities, or an act by one of the parties that makes it impossible to perform the contract Lapse of time a contract is formed for a specific duration. Passage of that period of time or what can be considered a reasonable period of time where the duration was not specified in the contract discharges it Operation of law this can occur by bankruptcy, death or unauthorized material alteration by one of the parties. The remedies in case the contract is breached are: Damages financial compensation for loss incurred Injunction to maintain the status quo Refusal of further performance Rectification Rescission cancelling and abandoning the contract Quantum meirut payment for as much as is done Tracing of assets 36
Lesson 9: CONFLICT RESOLUTION Introduction When trading, parties agree on various issues regarding the transactions such as the product or service, the quality and quantity, time and place of delivery and the amount and mode of payment. If either party fails to play its part of the agreement in a satisfactory way a conflict arises. The way the conflict will be resolved depends on how the agreement was made and how the parties had committed themselves to resolve any dispute that could arise. Agreements range from informal and oral such as gentlemen s agreements, to formal and documented as in written contracts. There are various dispute resolution mechanisms. They include court based litigation, negotiation, mediation and arbitration. At the time of entering into a contract it is advisable that the parties agree on the dispute resolution mechanism to apply in the event of one arising. Negotiation was discussed in the previous lesson. This lesson discusses other conflict resolution processes as well as some of their advantages and disadvantages. Court-based litigation It involves hearing of a matter in a court of law. The parties present their arguments and defence before judgment can be passed. The facts of the matter will be used to determine the case. It is appropriate where parties have unequal bargaining power. Court processes are usually public Advantages 1. The issue is argued professionally with legal precedent applied to resolve the dispute. 37
2. The process can be used to draw legal precedent which can be applied to later cases Disadvantages 1. It takes long to complete 2. It is more costly Negotiation (refer to the previous lesson) Parties discuss the issue in dispute with a view to reaching an amicable solution Advantages 1. The dispute is resolved fast 2. It is less costly than court processes 3. An amicable solution can be reached resulting in less friction between the parties Disadvantages 1. Decisions made are not legally binding Mediation Mediation is an out of court dispute resolution mechanism in which a neutral party called a mediator assists the parties to negotiate and reach an agreeable solution. The mediator does not have to be a lawyer. He/she is chosen by the parties to the dispute. They may choose any person regardless of the mediator s profession. The role of the mediator is to assist the parties find a mutually agreed solution to the dispute through constructive negotiation. Advantages 1. The process is confidential 2. It is faster than court processes Disadvantages 1. Decisions made are not legally binding 2. Unlike judges and arbitrators, mediators do not decide cases and make awards Arbitration Arbitration is another means of dispute resolution. It involves a neutral person called an arbitrator listening to the parties to the dispute, collecting all the evidence available and making a decision. The decision is known as an arbitral award. Parties can choose the arbitrator or request for appointment of the person/s by the Law Society of Kenya or other arbitral bodies such as the Kenya Chapter of the Chartered Institute of Arbitrators. The arbitrator chosen will normally be an expert in the area of law or industry to which the dispute relates. 38
Advantages 1. The process is likely to be much faster than court litigation 2. It is cheaper than court litigation due to the shorter process 3. Arbitrators can decide cases and make awards 4.
