Growth in this market is being driven by global adoption of advanced criminal capabilities, a rapid increase in the number of Internet-connected devices via the Internet-of-Things, and the relative ineffectiveness of existing cybersecurity solutions. These factors have led to significant growth in the number of startups focused on cybersecurity, and to the number and diversity of investment opportunities for early stage investors. In 2013 alone, venture capital firms invested nearly $1.4 billion in 239 cybersecurity companies. However, in spite of this intensive increase in investment activity, angel investors have largely been on the sideline. Is this an investment bubble where angels have missed their opportunity? This whitepaper examines the cybersecurity market as an opportunity for angel investment. We assess the factors driving the growth in cybersecurity investing and the challenges that angel investors may experience in identifying good investments from bad. Further, we present an argument to build relationships between vertical accelerators and angel investors that could overcome these challenges. 1

2 WHITE PAPER JUly WHY CYBERSECURITY? After nearly two decades, the cybersecurity market has reached a positive tipping point. Historically, cybersecurity has been dismissed as a compliance headache by most enterprise information technology executives. Now, demand for cybersecurity solutions that actually work is exploding. This growth is being driven by an increased mass media awareness of very large scale data breaches, boardroom recognition that cybersecurity is a real fiduciary responsibility, continual innovation by criminal hackers and nation states, and a rapid increase in the number of vulnerable electronic devices connecting to the Internet. As daily media headlines attest, cybercrime is affecting everyone in material ways. In the recent highly publicized Target data breach, tens of millions of consumers lost personal and credit card information. Similar breaches seem to be reported on a nearly daily basis. Board members are no longer able to view cybersecurity through a compliance prism, but are recognizing that neglecting to assert appropriate governance over the protection of their company s intellectual property or the personal information of their customers can be perilous. 3 WHITE PAPER JUly These large-scale breaches are not only evidence of the hundreds of billions of dollars that data breaches are costing commercial enterprises globally, but also evidence of the hundreds of billions of dollars funding malicious hackers who continue to develop exploits at a breathtaking pace. Since 2007, experts have identified an exponential increase in the number of known malware strains used to conduct attacks worldwide. This rapid increase has rendered traditional signature-based security methods ineffective. 4 WHITE PAPER JUly Demand for innovation in cybersecurity is also being driven by the emergence of the Internet-of-Things, which is creating an explosion of connected devices worldwide. Smartphones, wearable computers, gaming systems, other mobile devices, industrial computers, smart meters and smart TVs are either untrusted and interacting with our networks, or mobile and interacting with untrusted networks. Many of these devices lack the computing power to perform traditional security functions of familiar desktops and laptops, which makes them even easier targets. However difficult the security problem was before, it just became a lot worse. 5 WHITE PAPER JUly This increase in demand for improved capabilities has led to significant growth in the number of startups focused on cybersecurity, and to the number and diversity of investment opportunities for early stage investors. Last year, early stage funding for the sector jumped by almost 60 percent to $244 million, worldwide, according to data from research group PrivCo. The number of deals rose even more quickly, soaring upward more than 100 per cent year-over-year. According to CB Insights, we saw in 2013 a record-high $1.4 billion invested by venture capital firms in 239 cybersecurity companies. During this period, nearly 80 cybersecurity startups exited, either through acquisition or IPO, with an average tenfold return on investment. 1 Despite this intensive increase in investment activity, angel investors have largely been on the sidelines. Is cybersecurity too esoteric for angels to take advantage of this attractive market? 6 WHITE PAPER JUly The Challenges Angel Investors FACE The widespread recognition of cybersecurity as a massive problem helps explain the current boom characterized by earlier and larger investments than we have previously seen in the sector. 7 WHITE PAPER JUly Consequently, venture capitalists are forced to invest at earlier stages in order to have valuation entry points that support their return-on-investment models. The result is an increased pressure on traditional angel and seed investors to move more quickly and decisively, and with more capital than is comfortable for most of them. The increase in demand for cybersecurity deals is also driving increased supply of investment opportunities, as enterprising entrepreneurs rapidly stand up cybersecurity startups in hopes of cashing in. Sorting the wheat from the chaff without significant domain expertise can be daunting. Even expert cybersecurity investors like Bob Ackerman, Founder and Managing Director of Allegis Capital, acknowledge that discerning what is a serious security company from what is not requires a great deal of technical expertise and market knowledge. 3 The expansion and specialization of products within the security industry demonstrates an increase in market complexity. As new categories abound, it has become difficult to stay abreast of the leading edge of innovation. Knowing the difference between an intrusion detection system (IDS) and an intrusion prevention system (IPS) is not trivial. For example, a leading industry analyst firm, Gartner, has more than tripled the number of its Magic Quadrant categories in the cybersecurity industry since While the potential rewards are high, it can be difficult for individual angel investors to attract the best investment opportunities and confidently assess the viability of a new product concept. In order to participate in the booming cybersecurity market, it is important that angels find ways to meet these challenges. 8 WHITE PAPER JUly The Value of a Vertically-Focused Accelerator Accelerators have emerged over the past several years to play a crucial role for technology focused startups, especially where time-to-market is critical. Accelerators connect startups with an ecosystem of mentors, customers, professional talent, and investors. A recent special report in the Economist 4 referred to business accelerators as the biggest professional-training system you have never heard of. The number of accelerators throughout the United States and the amount of accelerated startup funding have continued to grow in recent years, with most accelerators having been founded since Accelerators screen applicants for viability of both their ideas and their management team. 9 WHITE PAPER JUly A relatively recent trend is for accelerators to focus on a particular industry vertical market. This is particularly important in a specialized field like cybersecurity. Selecting an investment prospect from a range of startups requires knowledge of both the technology and the market. Effective validation of market concepts requires extensive relationships within the vertical s analyst and customer communities. Accelerators without a vertical market focus are not likely to possess the depth of expertise and breadth of relationships that acceleration in highly technical markets requires. Vertical accelerators are also more likely to possess networks of successful entrepreneurs, thought leaders, and mentors from that vertical market. These experts are not only aligned with the accelerator to support the success of its companies, but also can provide deep domain expertise to angel investors and help them gain the confidence they require to invest. Similarly, vertical accelerators actively aggregate angel investors who have a desire to invest in their particular vertical market. This outreach helps to facilitate interaction and potential co-investment between angels and angel groups. The angel networks built around accelerators can help aggregate increased investment amounts to help level the playing field in the face of institutional venture firms with greater capital resources. Many prospective company founders are attracted to vertical accelerators because they may not possess the skills and credibility required to build a comprehensive business plan and attract venture capital investment. Without a flashy PowerPoint presentation and a team of successful advisors who have built and exited a venture funded company, venture capitalists often ignore them. Accelerators without a vertical market focus are not likely to possess the depth of expertise and breadth of relationships that acceleration in highly technical markets requires.

10 WHITE PAPER JUly Vertical accelerators, by their nature, are designed to be patient with these technologists, who often possess highly disruptive and viable concepts, but may not yet articulate them well. By engaging with accelerators early, angel investors will have better opportunities to identify and invest in those concepts before institutional venture investors. It is important for angel investors to choose carefully, since not all accelerators are equal. Research shows that the results for accelerators vary significantly. 6 Shalin Sheth of Second Century Ventures commented recently, We think it s critical that entrepreneurs and VCs consider an accelerator by whether its leadership has done their homework on their prospective member s underlying markets, and by whether they have teams ready to dedicate time and resources to help their business. Researchers Susan Cohen and Yael Hochberg have examined accelerators in depth and have recently published one of the first academic studies on the subject 7.
