The account owner for all IRAs chooses among the investment options allowed by the IRA custodian. For regular IRAs these options usually include stocks, bonds, and mutual funds, but with a self-directed IRA, the term self-directed refers to the significantly broader range of alternative investments available to the account owner. IRA custodians are allowed to restrict the types of assets they will handle in addition to Internal Revenue Code (IRC) restrictions. Internal Revenue Code Section 408 prohibits IRA investments in life insurance and in collectibles such as artwork, rugs, antiques, metals (there are exceptions for certain kinds of bullion gems, stamps, coins (there are exceptions for certain coins minted by the U.S. Treasury alcoholic beverages, and certain other tangible personal property. IRS regulations prohibit transactions that are an improper use of the value in the account or annuity by the account owner, the account owner s beneficiary, or any other disqualified persons, as defined under Internal Revenue Code Section In essence, IRA prohibited transactions are transactions that Congress has deemed inappropriate between IRAs and certain people associated with those IRAs. The IRS prohibited transaction rules apply to Individual Retirement Accounts, such as Traditional IRA, Roth IRA as well as SEP plans and simple IRA plans. These rules are generally designed to prevent self-dealing or conflict of interest transactions, which are transactions that directly or indirectly benefit the IRA holder or a disqualified person, and not the IRA or plan. Disqualified persons include the IRA holder, a fiduciary (e.g., the IRA holder or plan participant) and members of the IRA holders family, such as your spouse, ancestor, lineal descendant (e.g. Children and any spouse of a lineal descendant. In addition, other disqualified persons include: Service providers of the IRA (e.g., custodian, CPA, financial planner, or trustee AnThe Self-Directed IRA is a retirement solution that will unlock a world of investment opportunities. The Self-Directed IRA is a retirement investment vehicle that allows one to use their retirement funds to make traditional as well as non-traditional investments, such as real estate tax-free and without custodian consent. In most instances, investors using retirement funds to make an investment will use cash to make the investment. Whether the investment is in the form of stocks, precious metals, or real estate most investors using retirement funds to make the investment will not borrow any funds to make the investment. In other words, most investors using retirement funds will use cash to make the investment. One significant reason why retirement account investors will generally not borrow money (also called debt or leverage) as part of an investment of real estate acquisition is the Internal Revenue Code Section 4975 prohibits the IRA holder (you) from personally guaranteeing a loan made to the IRA. Pursuant to Internal Revenue Code Section 4975(c 1 B a disqualified person (i.e. The IRA holder) cannot lend money or use any other extension of credit with respect to an IRA. In other words, the IRA holder cannot personally guarantee a loan made to his or her IRA. As a result, in the case of a Self-Directed IRA, one could not use a standard loan or mortgage loan as part of an IRA transaction since that would trigger a prohibited transaction pursuant to Code Section This type of loan is often referred to as a recourse loan since the bank can seek recourse or payback from the individual
4 guaranteeing the loan. These loans are generally the most common types of loans offered by banks and financial institutions. Thus, in the case of a Self-Directed IRA, a recourse loan cannot be used. This leaves the Self-Directed IRA investor with only one financing option a nonrecourse loan. A nonrecourse loan is a loan that is not guaranteed by anyone. In essence, the lender is securing the loan by the underlying asset or property that the loan will be used for. Therefore, if the borrower is unable to repay the loan, the lenders only recourse is against the underlying asset (i.e. The real estate) not the individual hence the term nonrecourse. In general, nonrecourse loans are far more difficult to secure than a traditional recourse loan or mortgage. There are a number of reputable nonrecourse lenders, however, the rate on a nonrecourse loan are typically less attractive than a traditional recourse loan. The IRS allows IRA and 401(k) plans to use nonrecourse financing only. The rules covering the use of nonrecourse financing by an IRA can be found in Internal Revenue Code Section 514. Code Section 514 requires debt-financed income to be included in unrelated business taxable income (ubti or ubit which generally triggers close to a 40% tax for In general, if nonrecourse debt financing is used, the portion of the income or gains generated by thesuppose you purchase a rental property by using your self-directed IRA as a down payment, and then your IRA obtains a non-recourse* loan from a bank. Next, you find a tenant and the rent just covers the mortgage payment. Everything runs along fine for a year, and then suddenly your tenant moves away and there is no income to cover the mortgage payment. If you dont have cash reserves in your IRA, have no other IRAs or qualified plans to roll over to it, and have already consumed your annual cash contribution for year, you could be in trouble. Right? Maybe not. There is a little known exemption that was designed by the Department of Labor for just this scenario. It is called Prohibited Transaction Exemption (PTE) 80-26, as recently amended, and it applies to both IRAs and pension plans. *non-recourse means that the IRA owner cannot guarantee the loan for his or her IRA. Loans from IRAs owners (or other disqualified persons) to IRAs have been permitted for many years provided the loan was unsecured and interest-free. However, the purpose of the loan is important and in order to satisfy the exemption the loan must be for the payment of ordinary operating expenses (e.g., the mortgage) or for a purpose incidental to the operation of the IRA. In other words, not to be used for an additional investment, or other purpose. While the exemption is not new, two elements have changed recently: 1) the former 3 day term limit for the loan has been removed and 2) provided the loan is documented in the form of a note from the IRA (borrower) to the lender (IRA owner) and given to the custodian for all loans over 60 days in term.
