3 Agenda Is there a single best model of institutional arrangements? What are the international trends? What are the main issues to address? What model(s) are most relevant for developing and transition countries? 3
4 Main themes Most important element for public debt management is that governments develop debt strategies on a consistent and sustainable basis, based on cost/risk analysis and development of domestic market, taking into account macroeconomic and market constraints, and execute that strategy efficiently. Thus, institutional arrangements should be pillars for debt strategy design and execution. 4
5 Main themes (cont.) Key to sound practice in institutional arrangements involves a number of elements: clear objectives, good governance and regulatory framework, clarity of roles of entities involved, consolidation of debt management functions, adequate staffing and resourcing, definition of location of DMO. Best solution depends on each country s situation, but most of these issues will have to be systematically addressed. Sometimes second-best arrangements may be necessary for an interim period.. 5
6 International Trends Strengthened governance Legal framework allows to set up an adequate governance structure, with clear delegation from Congress, to the Finance Minister, on to the DMO. In turn, delegation requires clear accountability and reporting. Debt management objectives are not subsumed under monetary or fiscal policy implementation The process of debt management becomes more institutionalized. Consolidation of debt functions in one unit Removed from the central bank Consolidated inside the MoF or outside as separate DMO (cont.) 6
7 International Trends (cont.) Front, middle and back office functional structures are implemented. The middle office in charge of strategy and analysis usually needs to be strengthened. Almost inevitably, better resourcing of the DMO is required in terms of staff, a training budget and IT developments. Salaries tend to be an issue. 7
8 Why is developing a sound public debt management strategy important? Poor public debt management can threaten financial stability: The Government s portfolio often the largest in the country and the most complex. Risky debt structures can be a source of vulnerability: Unexpected shocks (exchange rate / interest rate) increase debt service and hit the budget. Concentration of amortizations increases roll-over risk Borrower needs to fill the budgetary gap: Spending cuts and/or tax increases Default: social and economic costs 8
9 Possible components of a debt strategy Funding and portfolio risk management decisions foreign currency-domestic debt mix, currencies within foreign debt, fixedfloating interest rate mix/duration; refinancing limits Possible hedging of government foreign currency assets and liabilities Markets; investors Debt buy-backs, exchanges How should the domestic debt market be developed and with what cost? Should SOE and sub-national government be allowed to issue debt and in what conditions? What types of guarantees will be given by the central government to subnationals/soes? At a cost? Requiring collateral? How to identify and quantify contingent liabilities; should expected cost be budgeted? 9

11 Developing countries: strategy even more important due to vulnerability For example: Debt sustainability can be more of an issue Domestic debt markets usually not fully developed Contingent liabilities may represent a risk Inadequate public risk management can increase vulnerability of financial sector More vulnerability to possible shocks from international capital flows and contagion 11
12 Effective governance arrangements are essential for sound debt management Governance, in the context of public debt management, can be defined as the manner in which political power, vested in the legislature and the executive, will be exercised. Refers to legislation/regulatory framework and institutional arrangements, and is important because: Helps ensure that a prudent debt management strategy is developed and followed. Public debt managers manage significant risks and strong accountability arrangements are required. The public and investors require assurance about this. Rating agencies also value it. Disclosure of the borrowing program increases certainty for investors and lowers the borrowing cost to the Government in the long-run. 12
13 Governance: The Legal Framework Legislation relating to debt management should: Clearly define the Government s power to borrow, invest and enter into other financial obligations Define the roles of the various institutions and the power to delegate Legislation may be used to strengthen the framework for public debt management: Include objectives in laws Requiring the Government to be transparent in its public debt management 13

15 Governance: Objectives for Debt Management Objectives typically set by Parliament as part of the law governing debt management Common objectives for government debt management are: To ensure the government s financing need is met To minimize borrowing costs subject to keeping risks at an acceptable level To support the development and functioning of the domestic financial markets 15
16 Governance: The Role of the Government Responsible to Parliament for public debt management The Cabinet or the Minister of Finance make the decision on the public debt management strategy The Minister of Finance: is the member of the executive responsible for overseeing debt management: Receives advice on strategy design Delegates operational responsibilities to the DMO Responsible for the performance and integrity of the DMO Adequate reporting Internal/external auditing Sound operational procedures / checks and balances / controls 16
17 Governance: The Role of the Advisory Board The functions of the DMO are unique within Government and the transactions it undertakes are sizable: some countries use an Advisory or Executive Board to assist senior management and ministers monitor the organization. Comprises senior experts in economic and financial matters. Roles: Gives its opinion on the suggested strategy prepared by the debt management unit Provides quality assurance about the performance of the DMO, integrity of processes 17
18 Governance: The Role Of The Central Bank Consultation is important: conflict may arise between proposed debt management strategy and the monetary and foreign exchange policies. The Central Bank may act as agent for implementing borrowing, especially in the domestic market (conducts auctions). The Central Bank may also act as fiscal and paying agent for domestic government securities. The use of agency agreements is recommended to clarify roles and responsibilities. 18
19 Governance: Developing and implementing a debt management strategy Provide advice on risk tolerance to the government Advise Minister and help solve conflicts with other macro policies Present the strategy before the Committee Propose debt management strategy Minister/Treasurer Advisory Committee Debt Manager Middle Office Approve the strategy Receive reports from Debt Manager Responsible for implementing the strategy Monitor the compliance with the strategy 19
20 Consolidation of debt management in one unit Trend is for public debt management to consolidate in one unit, either inside the MoF or outside as a separate DMO. Various OECD countries with high risky debt in 1980s/90s had debt management fragmented among various institutions (no clarity of objectives nor accountability) Consolidation during the 1990s (e.g. Ireland, New Zealand, Denmark, Portugal, etc.) Debt management taken out of the central bank, to avoid potential conflict of interests 20
21 Consolidation Should the Debt Management Unit Be a Separate Agency? A much debated subject and there is a range of approaches: Separate agencies e.g. Ireland, Sweden, Portugal, Hungary Within the MoF e.g. Australia, Belgium, Finland, France, the Netherlands, New Zealand, Poland In the central bank e.g. Denmark There is no particular trend in developed or developing countries. 21
22 Consolidation What Do We Mean by a Separate Agency? In practice, the notion of autonomy is limited to operational independence : implementing the strategy and administrating issuance of domestic and foreigncurrency debt; in some cases, tactical trading against a benchmark. A separate DMO is not autonomous in setting the debt management strategy this is an important public policy role of Ministers. However, a separate DMO may advise Ministers on the development of a debt management strategy 22
23 Consolidation The Case for a Separate Agency The common advantages of a separate debt management agency are: A greater visibility and therefore importance attached to sound public debt management. A more arms-length relationship with politicians, reducing the risk of political interference in day-to-day debt management. Clarity of objectives and performance criteria: a separate agency is more likely to have explicitly contracting arrangements with the principal. Easier to recruit and retain qualified staff; obtain other resources (such as IT), when core public sector conditions are limiting. 23
24 Consolidation and the Disadvantages Agency problems can arise: Separate agencies can focus too much on short term gains to meet targets, at the expense of longer-term analysis. It is difficult to include broader public policy objectives into a specific contract with the agency (e.g market development, coordination with macro policies). The principal (the Ministry on behalf of the Minister) may not retain the skills to monitor the agent. Other problems have occurred: Higher pay in a separate agency can drain the Ministry of talent OR the agency is filled with cronies. 24
25 Consolidation In less developed countries the preferred location is usually in the MOF Location should bear in mind the public policy aspects of debt management Main risk is budgetary need to coordinate with fiscal authorities on budgetary forecasts and macro analysis Promoting the development of the domestic market Broader risk scope including contingent liabilities Financial and market skills are usually scarce in the Ministry and the DMO could lend valuable support to the Minister in financial matters e.g. privatization, etc. Capture the advantages of a separate agency through welldesigned governance arrangements. 25

28 Strengthening the Middle Office Typically, the middle office is inexistent or very weak, and requires strengthening Usual functions: Debt strategy formulation and monitoring its implementation Design of strategic targets reflecting chosen debt strategy Risk analysis Secretariat to a Debt Management Committee, which advises the Minister on debt strategy Producing reports for different parties, maintaining website Operational risk control Performance assessment (if there is active trading vis-à-vis the strategic targets Debt Sustainability Analysis, jointly with other government units and the central bank 28
29 Staffing and Resourcing a Debt Management Unit The skill mix of personnel is unique within the public sector (except the central bank): Financial and economic analysis Experience in financial market transacting Specialized information technology skills The mix of financial instruments and reporting requirements demand specialized IT systems. Implementing improvements in these areas is a significant challenge in many countries. 29
30 Staffing and resourcing a debt management unit Resourcing/staffing has been resolved in countries with sound practice debt management (funds for qualified staff and systems) If DMO was within MoF, salary adjustments and investment in systems and training, etc. Need flexibility to reward good performance (in broad sense as providing high value to the economy) Need to attract and retain skilled staff Underlying cause in some countries for taking DMO out of civil service (e.g. Ireland) Major problem in developing/transition countries 30
31 To conclude: Having adequate institutional arrangements for public debt management requires a significant institutional effort (time, resources, backing of top policy-makers). There are no short cuts: generally countries with sound debt management have worked hard at these issues over a number of years. Countries who decide to strengthen their debt management typically undergo a major revision of institutional arrangements, involving: Governance (clear objectives, legislation, institutionalization) Consolidation of functions in one debt management unit Front, middle and back office internal organizationl Strengthening of a middle office Stronger staffing and resourcing of debt unit 31
32 To conclude: Each country has to revise its potential strengths and weaknessess in terms of institutional arrangements and decide on priority areas of reform. Salary/staffing issues are important, and will be a major problem for many countries. Well worth the investment, as ultimately sound debt management will help reduce the country s financial vulnerability. 32
