4 TAX: RESEARCH ASSISTING VICTIMS OF TAX-RELATED IDENTITY THEFT Anyone regardless of whether they are required to file a tax return or not or whether they are a minor, an adult or even deceased can be impacted by identity theft. According to the Federal Trade Commission, 2014 marked the fifth consecutive year that tax-related identity theft was the number one identity theft complaint filed by consumers. Tax identity theft typically happens when someone uses a person s stolen identifying information to file a fraudulent tax return and obtain a refund. Practitioners should be alert for signs that identity theft has occurred. Telltale signs for individuals often include a return being rejected because the client s SSN already has been used or a client receiving an IRS notice or letter, such as Notice CP01B or Letter 5071C, requesting your client to verify their identity. Chapter 12 of the IRS Response Library has everything practitioners need to assist their clients who are victims of tax identity theft. Here are some immediate steps that can be taken to assist clients. 1. Obtain proper authorization from the client via a signed power of attorney (Form 2848). 2. Report the identity theft to the local police department and the FTC at identitytheft.gov or Contact the major credit bureaus to place a fraud alert on the account at: equifax.com or , experian.com or or transunion.com or Report the identity theft to the IRS by contacting the Identity Protection Specialized Unit at Contact the Social Security Administration at ssa.gov or Respond to any IRS notices and submit a completed Form (Identity Theft Affidavit). This form allows the IRS to put an identity theft indicator on the client s tax account. A client whose return is rejected because someone else already filed under that SSN will have to file a paper return for the current year with the Form and Form 8948 (Preparer Explanation for Not Filing Electronically) attached. Unfortunately, identity theft issues can take many months to correct. In an audit report dated March 20, 2015, the Treasury Inspector General for Tax Administration (TIGTA) indicated that the timeline the IRS provides to identity theft victims for processing and resolving the case can be misleading. The IRS tells taxpayers their identity theft case will be resolved within 180 days; however, TIGTA found that on average the IRS took 278 days to resolve identity theft cases. 4 Catalog for Tax & Accounting Practitioners

5 TAX: RESEARCH In a September 26, 2013 audit report, the TIGTA reported that identity theft victims experienced significant delays in having their cases resolved. There were substantial periods of inactivity where no work was performed on the case, and the cases were assigned to an average of 10 assistors during processing. 18 qualified for the marital deduction, Jim s entire $5.43 million (for 2015) exclusion amount was available to transfer to Barbara.] Assuming Barbara has not made prior taxable gifts, she can transfer up to $10.86 million (her $5.43 million basic exclusion amount plus the $5.43 million elected to be transferred from Jim s estate) of assets free of federal estate or gift tax. Unlike the estate marital deduction, the portability election doesn t require an actual transfer of property from the deceased spouse to the surviving spouse. In fact, if property is transferred to the surviving spouse, the amount eligible for the portability election will be greater due to the marital deduction (as illustrated in Example 1). But if the property passes to someone other than the decedent s surviving spouse, the amount available to pass to the surviving spouse will be reduced by the value of property passing to others. Example 2: Assume the same facts as in Example 1, except that upon Jim s death, his entire $3 million estate passed to his children. In that case, the amount eligible for the portability election would be $2.43 million. MAKING THE ELECTION Unfortunately, the portability election isn t automatic on the death of the first spouse-to-die. The executor of the deceased spouse s estate must elect to transfer the unused portion of his or her exclusion amount to the surviving spouse by timely filing an estate tax return (Form 706) for the deceased spouse even if an estate tax return wouldn t otherwise be required. Part 6 of Form 706 of Form 706 must be completed to make the portability election or to opt out of it, and once made, the election is irrevocable. TAKING ADVANTAGE OF ESTATE TAX PORTABILITY The estate tax portability election makes it possible for married individuals who don t use up their estate tax exclusions to pass along unused amounts to their surviving spouse. In other words, unused exclusions of deceased spouses are portable. The portability election may be one of the most effective tools to maximize the couple s applicable exclusion amounts. Both spouses exclusions can be used without having to set up a bypass trust or engage in other sophisticated tax planning maneuvers. HOW THE PORTABILITY ELECTION WORKS When the first spouse dies, and the value of that spouse s estate doesn t require the use of all of his or her federal exclusion amount ($5.43 million in 2015), any amount not used for the deceased spouse s estate may be passed to the surviving spouse so that he or she can use that amount plus his or her own exclusion for lifetime gifts or transfers at death. Example 1: Jim died in 2015 with a $3 million estate, leaving his entire estate to his wife, Barbara. No estate tax was due at his death since Jim did not make taxable gifts during life and the assets passing to Barbara qualified for the unlimited marital deduction. Jim s executor elected to transfer Jim s unused exclusion amount of $5.43 million to Barbara. [Because the $3 million 18 Catalog for Tax & Accounting Practitioners THERE MAY BE A PRICE TO PAY Although the portability election offers a simplified approach for maximizing married couples estate exclusion amounts, it comes with a few costs. The portability rules do not apply to the generation-skipping transfer (GST) tax exemption. Furthermore, for those states with an estate tax, currently only Hawaii offers the portability election. Also, the tax preparation fee for preparing an estate tax return can be expensive, which may make the election unappealing for estates not otherwise required to file. However, there is certain relief for these estates that are below the filing threshold. DECIDING WHETHER TO MAKE THE PORTABILITY ELECTION The decision of whether to elect portability and/or use a bypass trust depends upon many factors, including the anticipated appreciation of the assets owned by the surviving spouse, the type of assets held by the deceased spouse and the surviving spouse s life expectancy. Ultimately, the planner should compare the benefits of portability, such as simplification, with the advantages of using a bypass trust, such as the certainty of minimizing estate taxes if tax laws change or the couple has a significant increase in wealth. Besides maximizing the couple s applicable exclusion amount and simplifying the estate plan, the portability election has other benefits, including the ability to gain an additional step-up in basis of the assets upon the surviving spouse s death. This can create significant income tax savings to those who will ultimately receive the assets. Although assets passing to a bypass trust are eligible for a step-up in basis at the first spouse s death, they do not receive another step-up in basis upon the surviving spouse s death. For combined estates that are likely to be taxable, using a bypass trust in estate planning is generally preferable to the portability election. However, for combined estates that are well under the $10.86 million threshold for 2015, the second step-up in basis on the surviving spouse s death makes the portability election very attractive.
