A business might decide to repay a loan earlier than required for various reasons including: A fall in interest rates might make the existing loan interest rate higher than current loan interest rates. Thus, the business might decide to repay the existing loan using financing from a cheaper loan. A rise in interest rates or changes in tax policy might make debt financing more expensive than other forms of financing. This might make the business decide to repay the loan using another form of financing. The business might have surplus cash and no other profitable uses for the cash. 3 8.8 Securitization (a) Securitization involves bundling together illiquid financial or physical assets of the same type in order to provide backing for issuing interest-bearing securities, such as bonds. This financing method was first used by U.S. banks, which bundled together residential mortgage loans in order to provide asset backing for the issue of bonds to investors. (Mortgage loans held by a bank are financial assets that offer future benefits to the bank in the form of interest receivable.) The bonds issued were considered to be low risk as they were also backed by a guarantee from the bank. However, securitization has now spread beyond the banking industry and has become an important source of finance for businesses in a wide range of industries. (b) The effect of securitization is to capitalize the claims to these future benefits. This capitalized amount is then sold to investors through the financial markets to raise funds for the business holding the claims. Securitization usually involves setting up a special-purpose vehicle to acquire the bundle of illiquid assets from the business wishing to raise finance. This specialpurpose vehicle will then arrange the issue of interest-bearing securities, such as a 10-year fixed-rate bond, to investors. The interest to be paid on the securities to be issued will be met by the income generated from the assets held. When the securities mature, the amount owing must, of course, be repaid. This can be done in a number of ways including the issue of new securities and from income generated by the assets in excess of that needed to pay interest charges. There is a risk that investors will have doubts about the quality of assets offered as backing for a securitization issue, which can jeopardize the success of the issue. To address these doubts, assets offered may be higher in value than the securities issued or some form of credit insurance may be available from a third party, such as a bank. In addition to being a useful source of financing, a securitization issue may be used to help manage risk. Where, for example, a bank has loaned large amounts to a particular industry sector, it can reduce its exposure to the sector by bundling together some of the outstanding loans and making a securitization issue. However, the difference between the two options is fairly small and other considerations, such as the need to control all aspects of customer relationships, may have a decisive influence on the final outcome. 5 8.12 Gainsborough Fashions Ltd. (a) The major factors that a bank should take into account are as follows: Purpose. What is the purpose of the overdraft? Is it to help finance a temporary cash shortage? Will the purpose ensure that the overdraft is self-liquidating; if not, how will the overdraft be repaid? Repayment period. When will the overdraft be repaid? Has a cash flow forecast been prepared clearly showing the repayment period and financing requirements? Are the underlying assumptions of the forecast valid? Security. What assets can be offered as security for the overdraft? Are the assets readily realizable? Financial strength. What is the financial position and performance of the business? What are the risks involved in the business in which it is engaged? Can the business cope with a downturn in sales? Directors. What is the ability and character of the directors? Can they manage the business efficiently? Would they make every effort to repay the overdraft when required? Track record. Has the business taken out loans before and, if so, did the business comply with the terms of these loans? (b) A number of points can be made concerning the business s request for an overdraft: Ability to repay. The information available does not indicate how the proposed increase in overdraft might be repaid. In order to reduce the average credit period taken from three months to one month, the financing required will be $108,000 (that is, 2/3 $162,000). This is more than four times the current net income of the business. It does not seem likely, therefore, that the overdraft, which is meant to be a short-term form of borrowing, could be repaid out of short-term future profits. As the purpose of the overdraft is to repay suppliers, the overdraft will not generate further cash flows for the business and so will not be self-liquidating. It is interesting to note that the bonds are due for repayment in the very near future. Any repayment of the bonds before the overdraft is due for repayment is likely to make it even more difficult for the business to repay the overdraft. Risk. The purpose of the overdraft is to replace one form of short-term borrowing with another. This will mean that the financing risks will be transferred from the suppliers to the bank. These financing risks are quite high. If the overdraft is granted for one year, the annual interest payments would increase by approximately $13,000 (that is, 12%). Assuming profits remain constant, this would reduce the times interest earned ratio of the business from 7.6 times (38,000/5,000) to 2.1 times (38,000/18,000). The leverage ratio would remain unchanged by the new financing arrangements. However, the ratio is already high at 49.4 per cent (40,000/81,000) and the new arrangements would increase the bank s exposure. Copyright 2009 Pearson Education Canada 5

6 Security. The balance sheet of the business does not reveal any assets that the bank is likely to find particularly attractive as security for the loan. Although it is possible that the directors may be able to provide personal guarantees, it should be noted that they already offer personal guarantees in respect of the bonds outstanding. (However, if the bonds are repaid this would release some debt capacity.) Undercapitalization. The main problem with the business appears to be one of undercapitalization. The business really requires an injection of long-term financing in order to provide a sounder financial base. Given the high leverage of the business, lenders are likely to expect a significant proportion of any new long-term financing to be raised through the issue of equity shares. At present, the return on common shareholders funds is very high at 56.1 per cent (23,000/41,000) and so raising additional equity financing may not be a problem. An issue of equity shares to raise all the necessary funds would mean that, if profits remain constant, the ROE ratio would still be 15.4 per cent [23,000/(108, ,000)], which may well prove attractive to investors. Overall the request for an overdraft is unlikely to prove successful. Instead, the business should attempt to improve the long-term financial structure of the business. It should also review its current asset management (for example, average inventory turnover period and average collection period for receivables) to see if there is room for improvement.
