2 Basic Income Tax Formula 3 Common Sources of Taxable Gross Income Hourly wages and/or salary paid to you by an employer (net of contributions to your 401k or 403b) Self-employment and pass-through partnership income Disability benefits (if policy premiums were paid by your employer) Interest and dividends paid on your bank and brokerage accounts Discharge of indebtedness (settling debts for less than amounts owed) Most distributions from a qualified retirement account (such as an IRA) Gambling winnings Rents and royalties Alimony State unemployment benefits State and local income tax refunds (if you itemized deductions the prior year) Many others not listed 4 2

3 What is Generally Not Included in Gross Income? Child support received Gifts received (but in certain cases the person gifting may have to pay gift tax) Certain scholarships Discharge of indebtedness from Public Service Loan Forgiveness Most life insurance proceeds Loan proceeds Interest received from state and local bonds (municipal bonds) Disability benefits (if the policy premiums are paid by the taxpayer) Profit on the sale of your personal residence (restrictions and limits apply) Court awards of money to pay for medical expenses Many others 5 Basic Income Tax Formula 6 3

4 Adjustments to Income Adjustments to Income directly reduce the amount of income upon which income tax will be paid. Adjustments are taken on Page 1 of your federal income tax return before any deductions and credits. Why is this important? Because Adjustments to Income reduce your Adjusted Gross Income (AGI). Your AGI is frequently used to determine: if you qualify for certain tax deductions and tax credits your income-based student loan monthly payment if you can contribute to an IRA, and how much is tax-deductible the amount of student financial aid you or your children will qualify for 7 Adjustments to Income Adjustments are taken before any deductions and credits, meaning you are not required to itemize your deductions to claim an adjustment. Common adjustments that reduce your taxable income include: Health Savings Account contributions Moving expenses Contributions to a traditional Individual Retirement Account (IRA) Tuition and Fees Deduction Student Loan Interest Deduction Self-employed health insurance deduction Repayment of state unemployment benefits 8 4

5 Basic Income Tax Formula 9 Itemized Deductions and the Standard Deduction The tax code gives every taxpayer a standard deduction that can be used to further reduce taxable income. The amount of the standard deduction depends upon the filing status used ($6300 for single filer). Alternately, a taxpayer can itemize deductions if it will result in a higher deduction. Common itemized deductions include: Mortgage interest on a primary and secondary home State income taxes paid Property taxes paid on a residence Personal property taxes such as vehicle registration fees Qualified medical and dental expenses Charitable contributions Casualty and theft losses Legal fees related to tax advice A home office used for the convenience of the employer (not the employee) 10 5

6 Basic Income Tax Formula 11 Personal and Dependency Exemptions Exemptions further reduce the amount of income that will be subject to tax. One exemption reduces taxable income by a fixed dollar amount. Exemptions are granted to the taxpayer, the taxpayer's spouse, and each of the taxpayer's dependents. For example, a married taxpayer with three children can claim a total of five exemptions. For the 2015 tax year, this would reduce the taxpayer's taxable income by $20,000 (5 x $4000). A dependent need not be a taxpayer's child. A dependent can be: A parent, stepparent, or grandparent A sibling, stepsibling, or half sibling A niece, nephew, or in-law (son, daughter, father, mother, brother, sister) 12 6

7 Basic Income Tax Formula 13 Taxable Income Taxable income is the amount of income you will pay tax on after subtracting all adjustments, deductions, and exemptions. This means that if your annual salary is $55,000, your actual taxable income might be closer to $45,000 or even less depending on your adjustments, deductions, and exemptions. Good tax management involves finding all legal methods to reduce taxable income to the lowest amount possible in order to minimize the amount of income tax you pay. 14 7

8 Basic Income Tax Formula 15 Tax Rate The United States employs a progressive federal income tax system. This means that the greater your taxable income, the greater the percentage of income you will pay in federal tax. For the 2015 tax year, federal tax brackets for a single taxpayer are: 10% on the first $9,225 of taxable income 15% on income between $9,225 and $37,450 25% on income between $37,450 and $90,750 28% on income between $90,750 and $189,300 33% on income between $189,300 and $411,500 35% on income between $411,500 and $413, % on all remaining taxable income 16 8

9 Marginal Tax Rate vs. Effective Tax Rate Let's say in 2015 you earn $50,000 and your taxable income is $40,000. Your tax is calculated as: 10% on the first $9,225 of taxable income $923 15% on the next $28,224 $ % on the remaining $2,551 $638 $5,795 So your marginal tax rate is 25%. However, 25% of your taxable income is $10,000. You actually paid $5,795 in taxes. Your effective tax rate is $5,795/$40,000 = or 14.5%. 17 Basic Income Tax Formula 18 9

10 Gross Tax Liability Gross Tax Liability is the total amount of income tax you owe before taking any available refundable and nonrefundable tax credits. It also does not take in account how much income tax you've paid throughout the year through deductions from your paycheck. 19 Basic Income Tax Formula 20 10

11 Allowed Tax Credits Nonrefundable Credits A nonrefundable tax credit directly reduces your tax liability dollar for dollar, but cannot be worth more than your total tax liability. Once your tax liability is reduced to zero, any remaining tax credit goes unused. Common nonrefundable tax credits include: Child and Dependent Care Credit Child Tax Credit Lifetime Learning Credit (for higher learning) Retirement Savings Contributions Credit American Opportunity Credit (for undergraduate degrees) Adoption Credit 21 Allowed Tax Credits Refundable Credits A refundable tax credit directly reduces your tax liability dollar for dollar and retains its full value, even if your tax liability is reduced to zero. This means that not only is it possible to have zero tax liability, it is also possible to get money back For example, if your gross tax liability is calculated at $4,500 and you qualify for a $5,372 Earned Income Tax Credit, not only will you pay no income tax but you will also receive a tax refund of $872. Common refundable tax credits include: Earned Income Tax Credit (EITC) Additional Child Tax Credit Credit for excess Social Security tax paid 22 11

12 Why are Credits Better than Deductions? Let's say your gross income is $50,000, your tax rate is a flat 25% (for simplicity), and you have the choice of taking a $5,000 tax deduction or a $5,000 tax credit. Take the Deduction Income $50,000 -Deduction ($5,000) =Taxable Income $45,000 x Tax x25% =Tax Liability $11,250 Take the Credit Income $50,000 x Tax x25% =Gross Tax Liability $12,500 - Tax Credit ($5,000) =Tax Liability $7,500 Tax credits are always more valuable than tax deductions. This is especially true while your income has you in a lower tax bracket 23 Basic Income Tax Formula 24 12

13 Income Tax Paid A certain amount of each paycheck will be automatically withheld to pay a variety of taxes, including federal income tax. You are the one who determines how much state and federal will be withheld. When you start employment, you will be directed to complete IRS Form W-4. You can revise it during the year if you choose. paycheckcity.com If you expect to have few tax deductions and credits when you file your return, your W-4 will direct your employer to take more tax out of your check. If you expect to have several adjustments, deductions, and credits that will reduce your taxable income, you will use your W-4 to direct your employer to take less tax out of your check. When you file your tax return, you will be credited with the total amount of income tax you paid via payroll withholding throughout the year. 25 Basic Income Tax Formula 26 13

14 Net Tax Liability After all your calculations are finished, one of three things will happen: 1. You will have a positive net tax liability, meaning that even after paying income tax all year, you still need to write a check for the balance owed. 2. You will have zero net tax liability highly unlikely 3. You will have a negative tax liability, which means that you overpaid your income tax through the course of the year and are entitled to a refund. Your goal should be to have a very small net tax liability write a very small check, or get a very small refund. This is good planning, but it takes effort. If your net tax liability is too high, revise your W-4 and resubmit it: If you owe too much, have more money taken out of your paycheck by decreasing the number of personal allowances. If your refund is too high, have less money taken out of your paycheck by increasing the number of personal allowances. 27 Important Adjustments, Deductions and Credits 28 14

15 Adjustments Pre-Tax 401k and 403b Contributions Up to $18,000 annually Not really an adjustment, it reduces Gross Income Traditional IRA Contributions Up to $5500 annually if single Up to $11,000 annually if married filing jointly Health Savings Account Contributions Up to $3350 annually if single Up to $6650 annually if married Moving Expenses Your new place of work must be at least 50 miles farther from your old home than school was from your old home 29 Adjustments, cont d Student Loan Interest Deduction Up to $2,500 annually per return Alimony Paid But not child support Deductible Part of Self-Employment Tax If you moonlight during residency 30 15

17 Tax Credits Child and Dependent Care Credit 20-35% of qualifying dependent care expenses incurred to permit a taxpayer to work, seek work, or attend school full time. Up to $3000 for one dependent, $6000 for two or more Child Tax Credit Nonrefundable credit worth up to $1000 per child Additional Child Tax Credit Refundable credit worth up to $1000 per child Lifetime Learning Credit Nonrefundable credit worth 20% of up to $10,000 of qualified tuition and fees paid. Per tax return, NOT per taxpayer 33 Tax Credits cont d Adoption Credit Nonrefundable credit of up to $13,400 for qualified adoption expenses. If adopting a special needs child, take the full credit regardless of expenses incurred. Earned Income Tax Credit Refundable credit for low income working families worth up to: $6242 with three qualifying children $5548 with two qualifying children $3359 with one qualifying child $503 with no qualifying children Credit for Excess Social Security Tax Paid Can occur when you change jobs mid-year 34 17
