Suppose further that your firm had the following forecast for December of 2015: Consensus value for long term labor productivity trajectory = 1.7% Consensus value for long term growth in the labor force = 0.8% Consensus value for NAIRU = 5% Consensus value for NAIRU using U-6 unemployment = 9% Consensus value for π* = 2% Consensus value for r*, the neutral real short rate, = 1% Expected M1 growth over the next year = 5% The U-3 unemployment rate expectation, December of 2015 = 5.5% The U-6 unemployment rate expectation, December of 2015, = 11% The CPI headline inflation rate expectation, December 2015, = 1.5% 1. As a Fed expert you explain that the Taylor rule is a simple way to think about U.S. monetary policy. This approach, you explain, directs the Fed to conduct monetary policy so as to a) Keep all interest rates stable b) Target a fed funds rate dictated by incoming levels of unemployment and inflation c) Target a growth rate of 5% for M1 d) Target both the fed funds rate and M1 growth 2. You then show your bosses that the Taylor rule can be combined with your firm s forecast information to derive an expectation for the state of monetary policy in December of (Use the information above to do this calculation). 3. You caution, however, that the Taylor rule is not perfect. In particular, you point out that the low U-3 unemployment rate, in 2015 will likely overstate the strength of the labor market. You then provide a modified calculation of appropriate monetary policy. You do this by using U-6 rather than U-3 in your calculation. (Use the information above to do this calculation) 5

We have had a year of 3% unemployment, the lowest since the 1950s. We paid a price, inflation rose from 2% to 3.5%. That is a fair bargain. We need to keep the economy growing rapidly, thereby keeping the unemployment rate at 3%. That means we will also have to accept a 3.5% inflation rate. But this small rise for inflation is a trivial price to pay for the opportunity to keep the jobless rate at 3%. (L.A. Times editorial, late 2021) 1. 9 Part VI (20 Points) The U.S. government runs a deficit of $400 billion. It finances this deficit, half in the treasury-bill market and half in the treasury-bond market. U.S. inflation is 2.5%. 1. (4 points) Use the diagrams above to draw the government s demand for funds in both the t-bill and t-bond markets. Make sure you label the axes and lines in both quadrants. 2. (4 points) Suppose households use some of their savings to buy t-bills and t-bonds. Suppose further that the Federal Reserve Board neither buys nor sells any government debt. Finally, suppose nominal t-bill rates settle in at 3.5% and nominal t-bond rates settle in at 5.5%. Draw household supply curves for t-bills and t-bonds. 3. (3 points) Suppose the Federal Reserve wants to slow the economy. It decides to set nominal short term interest rates at 4.5%. Draw the line that represents such Fed policy. 4.
