2 Income, Gift, And Estate Tax Planning With Life Insurance Farhad Aghdami Williams, Mullen, Clark & Dobbins Richmond, Virginia I. INTRODUCTION A. The Role of Life Insurance in Estate Planning. 1. In General. a. Because almost every client will be insured under at least one life insurance policy, the advisor must be familiar with life insurance products, their uses for estate planning, and their tax consequences. b. In many cases, the advisor should encourage the client to obtain the services of a qualified life insurance agent if the client does not already have an existing relationship with one. (1) Since the types of policies on the market change frequently, the advisor may not be aware of all the products available to solve a particular estate planning problem. c. The advisor often will be asked by older clients whether they should purchase additional insurance or retain the policies they now own. d. In addition, the advisor must review the current ownership of existing policies to determine whether changing the ownership will achieve various tax and nontax objectives. (1) For example, if the insured transfers existing life insurance policies to a properly designed irrevocable trust or to another individual and the insured lives for more than three years after the transfer, the proceeds will not be included in the insured s estate for federal estate tax purposes. 2. Replacement of Income. a. Perhaps life insurance s most common function is to replace the

3 earnings of someone who provided support to others before his or her death. b. The amount of life insurance required for this purpose can be calculated based on the current and future needs of those who are currently dependent on the proposed insured. (1) After identifying other sources of income, such as benefits under qualified retirement plans, Social Security benefits, and income from investments, any shortfall in income can be made up with life insurance proceeds. Some assumptions will be required, such as the inflation rate and the return on investments, including the investment of the life insurance proceeds. (2) In addition, the client must make a realistic assessment of the standard of living he or she is willing to support with life insurance. (b) (c) For example, will the surviving spouse be able to continue to live in the same home, retain a vacation home, and remain unemployed (if not currently employed)? Will the children s college education be provided for, and will they be able to afford private as well as state-supported institutions? The higher the standard of living the client wants to provide for his or her dependents, the more the client may have to pay in premiums. (3) By paying premiums, the client is giving up the current enjoyment or investment potential of some of his or her earnings in order to fund the potential future needs of his or her dependents. c. Usually the client and the life insurance agent will arrive at a suggested amount of life insurance coverage before seeking any input from the advisor. (1) The advisor, however, often will be asked, at least by the

4 client, to review the calculations and assumptions and render his or her advice as to the proposed amount. d. In addition to commenting on the proposed amount, the advisor should also consider the client s ability to pay the premiums and may wish to discuss the relative merits of term insurance and permanent insurance. (1) Although the client can buy considerably more term insurance than permanent insurance for the same total premium amount, the term insurance premiums may strain future cash flow as they will increase over time, while the permanent insurance premiums usually will remain constant, at least in the case of traditional whole life products. (2) Furthermore, the cash value buildup in a permanent life insurance policy represents a forced savings for the client, assuming he or she refrains from borrowing against or withdrawing the cash values as they accrue. (b) While it is true the client may be able to achieve a greater overall return by buying term insurance instead of permanent insurance and investing the premium difference, the client may not actually invest the money saved or may invest speculatively in hopes of obtaining higher returns. As a result, the client who chooses to purchase term insurance and invest the difference may end up with less financial security than if he or she had purchased permanent insurance instead. e. Even a permanent life insurance product may be subject to a certain amount of financial risk. (1) The problems certain life insurance companies faced in the late 0s and early 90s highlight the need for the advisor to review the soundness of the proposed insurance company in addition to the proposed product and the suggested amount of insurance, since the company s financial stability is essential to ensuring that the proceeds will be paid upon the insured s death or that the cash value will be available if needed before then.

5 f. The advisor may also suggest the client compare proposals from several agents, particularly in the case of a large policy. 3. Providing Liquidity. (1) Life insurance proposals can be difficult to compare, but giving one agent s proposal to a competitor for comparison can help to make the analysis easier. a. Life insurance can provide liquidity to the insured s estate. (1) Cash may be needed to pay debts and administration costs. (2) Cash may also be needed to pay federal estate taxes as well as state death taxes. (3) As a result of the unlimited marital deduction that has been in effect since 192, many married couples can postpone the payment of the federal estate tax (and state death taxes in many states) until the surviving spouse s death. b. Last-to-die or survivorship insurance may be an effective way to provide the funds required for federal estate taxes when the survivor dies. (1) Although the premiums on a last-to-die policy are lower than those on a policy insuring one life, the advisor must consider all the alternatives for providing the needed liquidity. (b) For example, if proceeds are payable at the death of the first spouse to die, the survivor may have more options. Some insurance products allow a surviving spouse to use the proceeds payable at the death of the first spouse to buy a significant amount of insurance on the survivor s life without satisfying underwriting requirements, such as completing a medical questionnaire or taking a physical exam. c. The advisor will have the same objectives when reviewing proposals for liquidity needs as were used in reviewing proposals for income replacement.

6 4. Business Uses. (1) In many cases the advisor with expertise about federal estate tax, state death taxes and administration expenses will be competent to determine whether these costs have been correctly estimated, and therefore whether the amount of insurance proposed to cover them is appropriate. (2) In addition, the advisor should point out the alternatives to using life insurance for paying estate taxes, such as installment payments, stock redemptions, and using other assets, especially relatively liquid assets. (3) However, a client whose wealth consists of real estate and stock in closely held corporations should consider the possible loss in value if these assets must be sold under forced circumstances to pay estate taxes due nine months after death. (4) Also, the favorable tax treatment afforded life insurance enhances its benefits as a source of liquidity at death. a. Besides these two personal functions, life insurance also can be useful in business planning. b. Life insurance is an effective way of providing the funds needed to buy a deceased owner s interest pursuant to a buy-sell agreement. c. Life insurance also can provide capital to assist the business in surviving the loss of a key employee. d. Life insurance can be an important employee benefit, and is often provided in the form of split-dollar insurance arrangements, group term insurance plans, and through qualified retirement plans. 5. Role in Planning. a. In conclusion, life insurance plays a vital role in financial, estate and business planning. b. The advisor must understand how life insurance works and the tax consequences involved.
