Hováth 1, 1 Sos Reseach a.s., Stojáenská 3, Košice, Slovak Republic Abstact axiv: v1 [q-fin.st] 12 Oct 2011 Many studies have shown that thee ae good easons to claim vey low pedictability of cuency etuns; nevetheless, the deviations fom tue andomness exist which have potential pedictive and pognostic powe [J.James, Quantitative finance 3 (2003) C75-C77]. We analyze the local tends which ae of the main focus of the technical analysis. In this aticle we intoduced vaious statistical quantities examining ole of single tempoal discetized tend o multitude of gouped tends coesponding to diffeent time delays. Ou specific analysis based on Euo-dolla cuency pai data at the one minute fequency suggests the impotance of cumulative nonandom effect of tends on the foecasting pefomance. 2 I. INTRODUCTION The tend extapolation foecasting is pobably most impotant concept often used by foeign exchange (FX) tades. Howeve, the technical analysis is usually ejected because of the efficient maket hypothesis [1] and its vaious foms. Assuming validity of the naive tend-following (TF), one may pedict futue pice that is in line with tend peceived fom the histoical pice ecods. Clealy, TF does not act in the maket alone, it almost always occus in combination with othe (contaian, fundamentalist) stategies [2]. The concept of tend may epesent some pactical way fo indication, paametization o quantification of the non-andomness. The analysis of TF efficiency may be applied to measue deviations of the time-seies fom andomness. When the tend line is subtacted fom the oiginal signal, the esiduals may be teated as stationay detended data. Vaious non-paametic tend-emoval appoaches fo tend estimation in the pesence of the factal noise have been poposed and applied in (see e.g.[3, 4]). The compaison of the andom walk oiented stategy against TF stategy has been discussed in [5]. The wok has epoted obsevation that speculative pice movements on commodity futues do move in a egula, as opposed to andom manne. The inefficiency of FX maket has been investigated by means of the statistical appoximate entopy [6]. Similaly, the pemutation entopy has been used to chaacteize stock maket development [7]. The geneal aspects of TF tading stategy and elated isk factos in the hedge fund activities ae descibed in the wok [8]. In [9] the goup of tend satisfying cuencies has been selected to optimize the potfolio constuction. Note that in the above-mentioned wok the tend is detemined though the use of the multiple time fame moving aveages (diection indicatos) applied simultaneously to meet an optimality citeia fo foecast. Concening elative complexity of afoementioned methods, in this pape we suggest elementay TF stategy which uses only diffeence between two cuency exchange ates sepaated by given time span called hee time scale. In this fom, TF is accomplished as a single paamete pediction method, whee the time scale is the only fee paamete. We have analyzed statistics of isolated discetized tends as well as tends embedded into tuples containing list of elements sequentially odeed with inceasing time scale. 2
II. PREPROCESSING OF TRADING RECORDS We have used six yeas statistics ( ) of EUR/USD cuency exchange ates. The oiginal OANDA boke database of tick-by-tick quotations have been tansfomed into evenly spaced 1 minute time seies. The statistics of agents population poceeds ove the ask cuency ate ecods. A. Cuency moves made discete B. The discete cuency exchange ate tends The tend is defined by simplest possible manne by compaison of actual cuency exchange ate with peceding one. Fo i th time lag scale l i and time t we define +1, p ask (t) > p ask (t l i ), h i (t) = 1, p ask (t) p ask (t l i ) whee, p ask (t) is the ask ate at which the pice-make is willing to sell the cuency. Specifically, the time scale may be defined ecuently by l 1 = 1, l 2 = 2, l i = l i 2 + i, i = 3, 4,..., N. (2) (1) The advantage of the above choice is that N = 100 allows nonunifom coveage of the boad domain fom the 1 minute to appoximately two days with dense occupation of smalle scales. Clealy, othe combinations fo l i ae possible. Such feedom of choice evokes question of the elevance and geneality of conclusions we eached. Altenative l i sequences ae planned to be studied in a moe detail elsewhee. The schematic view on the situation is depicted in Fig. 1. 3
h i+1 = 1 h i = 1 p ask (t) t l i+1 t l i t FIG. 1: The scheme illustates specific definition Eq.(1) of the discete tend vaiable h i (t) egading subtaction of he actual exchange ate p ask (t) with foegoing p ask (t l i ). The esult is encoded by 1 o by 1. In the sense of emak in subsection II B 2, the situation coesponds to pai of agents opeating on the scales l i, l i Multi-tend tuple, patten with paticipation of many scales Technical analysis is pimaily concened with identifying pattens of pices that epeat themselves [7, 10, 11]. They ae mostly based on the symbolic language (lossy encoding) to captue pice moves. In futhe sections we evaluate consequences of the use of N-tuples of pimitive discetized tends h i (t) collected to fom h(t) = [ h 1 (t), h 2 (t),..., h N (t) ]. (3) This multi-scale TF stuctues may be eventually seen as specific pattens of altenating type 1 and type +1 epeats. Thei pediction potential will be studied in the next. 4
2. Viewing tends as infomation inputs of autonomous agents The tuple h(t) may be altenatively viewed as instantaneous macostate vaiable fo the appopiate decision making of the autonomous agents. In the pesent appoach, each agent is povided with the infomation about h i (t) she/he extacts by measuing the change of the cuency ate on its intenal specific time scale l i. C. The ate changes accounting fo bid/ask spead Fom the FX tade s point-of-view, the cuency changes may lead to thee pincipally distinct situations which we suggest to be encoded by thee-valued vaiable S { 1, 0, 1} we call cuency ate shift. It is defined using discetization of exchange ate as follows 1, p ask (t + l p ) < p bid (t), S(t) = +1, p bid (t + l p ) > p ask (t), (4) 0, othewise whee p bid (t) is the demand pice of paticula cuency and l p is the time hoizon fo which the cuency ate change is being tansfeed to its discete fom. The situation is depicted in Fig. 2. The position is supposed to be held fom time t to t+l p. Fo example, in the case of shot selling, the holding peiod l p efes to the time between boowing a cuency pai fom bokeage, selling it to someone else and then buying it back late. A steep enough cuency movement chaacteized by S(t) = 1 needs to choose appopiate FX opeation. It allows the holde of the shot position to ean pofit fom the sale (S(t) = 1) o fom buying (S(t) = 1). Clealy, elatively small cuency changes ae conveted to S(t) = 0. In this case, the position opening (at t) causes the loose because of the bid-ask spead. Howeve, an impotant issue not discussed in the pesent wok is the numbe of units in the tade. 5
S(t) = 1 S(t) = -1 p bid (t + l p ) p ask (t) p bid (t) p ask (t + l p ) t t + l p S(t) = 0 t t + l p p ask (t) p bid (t) t t + l p FIG. 2: Figue illustates discetization - cuency ate shift S(t) which may attain values { 1, 0, 1} coesponding to diffeent situations as descibed by Eq.(4). III. STATISTICAL ANALYSIS OF DATA A. The coespondence between single tend and S In this section we attempt to answe the question of the elevant time scales fo which TF agents come close to the coect pediction. We came with the poposal of the following conditional statistical matching aveage E i = 1 #{t, S(t) 0} t S(t) 0 δ [ hi (t),s(t)], (5) whee δ [.,.] is defined fo two aguments as follows +1, A = B δ [A,B] = 1, A B. (6) Note that measue identifies the coincidence of two-valued h i (t) with a non-zeo states of S(t). By measuing of E i ove the given data fo both h i (t) and counte-tend h i (t) = h i(t) 6
and thei coesponding tuples h (t) = h(t) (7) we obtained E i dependencies on i, depicted in Fig. 3. The testing of the effect of the counte-tend expesses that cuent tends can be boken at any time because of aival of new maket infomation. Supisingly, when E i is calculated fo counte-tend the matching becomes lage compaed to the matching aveage calculated fo h(t). 7
(a) (b) (c) Ei Ei Ei h h l i h h l i h h l i FIG. 3: Figue showing E i dependence on the time scale l i obtained fo (a) l p = 15, (b) l p = 60, and (c) l p = 240. Supisingly, the positive matching is achieved by the contaian stategy (counte-tends). 8
B. Multi-tend tuple and consequent S In the pevious subsection, we studied elationship of single tend with S(t). The logical extension of fome effots will be the study of the coespondence between action h(t) and esponse S(t). The question aises if the compatibility of many tends (thei signs) makes the coespondence moe ponounced and satisfying. Hee we choose to be less demanding with espect of sign by focussing on the coespondence between the oveall effect of tends quantified by the absolute value of instant mean H(t) = 1 N N h i (t) (8) and S(t). The degee of H(t), S(t) coespondence may be measued by the conditional aveage T (ε) = i=1 1 #{t, H(t) < ε} t H(t)<ε S(t), (9) whee # denotes the cadinality of the set of events selected accoding to theshold H(t) < ε. The vaiable ε is intoduced to contol how much homogeneity is in the tends h i (t), i = 1, 2,..., N. Fig. 4 shows the cumulative effect epesented by T (ε). As we can see, the monotonicity of T (ε) detectable fo l p = 15, 60 min becomes inteupted at l p = 240 min, whee peak is obseved. It seems athe counteintuitive that function T (ε) is inceasing in l p. This fact stems fom the elative suppession of S = 0 states at lage l p, whee cuency changes become excessive. T (ε) l p = ε l p = ε l p = ε FIG. 4: The T (ε) dependence calculated fo diffeent time hoizons. 9
C. Similaity of multi-tend tuples and pedictability In this subsection we intoduce measue which admits to analyze pediction abilities based on the tend tuples. The basic idea behind can be seen as continuity in the multivaiate space of dimension N. The dissimilaity between two tend tuples h(t i ) and h(t j ) measued at diffeent moments t i, t j may be expessed by means of Hamming-like distance D h,(i,j) = N ( 1 δ ( h k (t i ), h k (t j )) ), (10) k=1 whee δ(x, x) = 1, and δ(x, y) = 0 as x y. Then the statistics may be epesented by the histogam of S(t i ) S(t j ) diffeences ψ() = 1 #{i, j, D h,(i,j) = } i,j D h,(i,j) = S(t i ) S(t j ). (11) Note that summation is caied out only fo pais that satisfy constaint D h,(i,j) =. The assumption of continuity implies monotonic incease of ψ() on the (elated to Hamminglike distance) as is sufficiently small. Othe wods, similaity of the tuples should imply similaity in the cuency ate shifts (see Fig 5). The data analysis show us that monotonicity takes place in the limited N, l p paametic egion only, while the combination of lage l p with small N bette achieves the expected monotonicity of ψ(). We may conclude fom this that chaacte of FX data and tading data in geneal impose estictions on the oveall tuple size and only tuples of the esticted size may be efficient in the educing of the foecast eo S(t i ) S(t j ). Results obtained show that the best pefomance is achieved within the ange 12 < N < 20 (only thee N ae plotted due to lack of space). 10
(a) (b) (c) ψ() ψ() ψ() N = N = N = N = N = N = N = N = N = FIG. 5: ψ() dependence calculated fo diffeent time hoizons: (a) l p = 15 min; (b) l p = 60 min; (c) l p = 240 min. Among the selected cases, the N = 20 tuple with monotonously inceasing ψ() is oughly the most pespective fo the foecasting puposes. IV. CONCLUSIONS We investigated statistical popeties of TF and multi-tf stategies. We stated with elementay TF foms whee infomation comes solely fom the diffeence of two pices (two cuencies) sepaated by the fixed time scale (delay). The study of statistics evealed clea non-suitability of naive tend estimato fo the foecast puposes. Accoding to the esults obtained, the tend continuation is less good compaed to the contaian stategy of the tend tunove. Simila and quite univesal conclusion has been confimed by the pevious 11
studies pefomed fo diffeent maket data (including e.g. commodities) which span ove diffeent time scales. The statistical analysis suppoted development and implementation of paallelized TF stategies build upon the tuple which consists of many tends fo contibuting time scales. We have shown that one may benefit fom the pediction potential of such complex infomation stuctues, howeve, the vast majoity of poblems emain to be solved. The optimal inte-tuple distance in common with suitable multi-valued tend discetization which egads bid-ask spead could be essential ingedients equied fo success of such effots. In such fomulation nealy optimal N may play the ole of the embedding dimension [12], i.e. minimum numbe of independent vaiables necessay to descibe system. Intuitively, the paamete N optimized to poduce most eliable foecast (including optimization of l p scale) may be diffeent fom the value of tue embedding dimension. In the futue, it would be inteesting to expeiment with ecuence quantification analysis [13, 14] to chaacteize complexity in iteations of the multi-tend tuples (pattens) obtained fom the time seies of geneally non-stationay maket ate etuns.
