1 CHAPTER1 RegulatoryFramework andoversight A t a glance, one difference between the EU and U.S. securities regulations is the existence of a unified regulation in the EU under MiFID while in the United States, several regulations and oversight bodies coexist: the federal level, the state level,andtheindustry(socalled SelfRegulatoryOrganizations SROs inthe1934 SecuritiesExchangeAct).TheEUsecuritiesframeworkisrelativelyclosetotheUnited States:MiFIDbeingaDirective,ithadtobetransposedanditsimplementation may vary from country to country despite harmonization efforts by the Committee of European Securities Regulators (CESR). Each member state has its own securities supervisor. And exchanges in Europe enact their own rules for their members as do SROsintheUnitedStates. Historically,securitiesregulationhasmovedfromthestatelevel(memberstatein the EU) to the federal level (EU institutions level) in both places. A significant difference is however the existence of a powerful federal securities supervisor in the United States versus none in the EU as of now. Under the EU Commission communicationonreformingfinancialregulationbroadlyendorsedbytheeucouncil ofministersonjune19,2009, 1 CESRwouldbegivenlegalpersonalityandwouldhave powersonitsown,butthesewouldbeinspecificareas(forexample,settlingdisputes between national supervisors). The power of the SEC is also limited as it does not oversee commodity derivatives and government bonds, and it shares supervisory responsibilitywithbankingsupervisorsovercommercialbanksdealingwithsecurities. EU Securities Framework The MiFID Directive 2004/39/EC provides a unified framework for securities: it encompasses investment firms, Multilateral Trading Facilities (MTF), Regulated Markets (ie exchanges) and financial instruments (transferable securities, 2 money market instruments, units in collective investment undertakings and derivatives, excludingbondsandsecuritizeddebt). TheDirective,referredtoas Level1 duetoitsmodeofadoptionjointlybythe EU Parliament and the Council, sets the principles. It needs to be transposed. It is complementedby Level2 textswhichconsistofimplementingmeasures.theyhave been adopted by the member states without involving the EU Parliament: Directive 2006/73/EC which needs to be transposed, and Commission Regulation 1287/2006 applicableinthememberstateswithouttransposition. 3 2

2 Comparing European and U.S. Securities Regulations 3 Though a unified framework, MiFID had to be implemented by 27 national legislatorsanditsoversightisconductedbynationalsupervisors.sotheeuregulatory framework for securities offers in reality as much diversity as the U.S. framework, albeitwithoutasupranationalsupervisorastodate.ithastobenotedthatmifidis complemented by the Prospectus and Transparency Directives for the disclosure requirementsofpubliccompanies. 4 By comparison to the United States, the rulemaking powers given to regulated exchanges by MiFID are more limited, and they are focused on the provision of fair andorderlytrading,theadmissionoffinancialinstrumentstotrading,andtheaccess totheregulatedexchanges(articles39,40and42ofthemifiddirective).euregulated exchangesdonothaveanypowerstoregulatethebehaviourofinvestmentfirmsthat aretheirmembers,eitherinclientfacingareas(suchasbestexecution,informationor investment advice) or marketfacing areas (such as transparency for orders executed offexchange). Regulated exchanges have limited powers even visàvis their issuers, whoobtainthegenericrighttobeadmittedtotradingonaregulatedmarketbyfiling theirprospectuswiththeirsupervisor. U.S. Securities Framework TheU.S.securitiesregulationsandoversightareorganisedinthreedifferentlayers: 1. Federal laws and a federal regulator, the Securities and Exchange Commission (SEC). The SEC is responsible for protecting investors and maintaining the integrity of securities markets. Several federal statutes regulatesecurities,andthehistoricaltrendhasbeentoshiftpowersawayfrom the states to the federal level (see table 1.1). The SEC may issue rules interpretingthesecuritieslawspassedbycongress(forexample,regatsfor Alternative Trading Systems, Reg NMS for equity markets). The SEC also reviews any rules proposed by SROs and has final say over whether those rules are consistent with the Securities Exchange Act of Nonetheless, there are limitations to the SEC s oversight: the SEC does not regulate the primary government bond market (Treasury and FED oversight as governmentsecuritiesareexemptfromsecuritiesregistration)butitoversees the secondary market; it does not regulate commodity futures and options (CommodityFuturesTradingCommissionoversight), 5 andithasonlylimited oversightovertheotcderivativemarket.municipalbondsaredealtwithby a SRO under the oversight of the SEC (see below). 6 TheSECalsodoesnot regulate sales of securities by commercial banks (banking regulators oversight): they can act as securities broker and dealers without having to register with the SEC under limited exemptions permitted by the Gramm LeachBlileyAct(GLBAct,seeinfra). 2. Stateslawsandregulators:IntheUnitedStates,statesregisterandsupervise brokerdealersandinvestmentadvisersthatarenotregisteredwiththesec, including investment advisers managing less than US$25 million. They are preemptedbyandmustrelyonthesecrules(section15(h)oftheexchange Act). They tend to focus on combating fraud within their borders, and they trackcomplaints.statelawenforcerscanpursuecriminalprosecutions,while

3 4 World Bank Working Paper the SEC is limited to civil and administrative actions and referring criminal matterstothejusticedepartment.soindividualstatesoftencollaboratewith the SEC and selfregulatory organizations (SROs) to regulate the securities industrywithinstateborders. 3. SelfRegulatory Organizations: they set rules and supervise business practices for their members. Their rules supplement the SEC s rules and federal laws, although they may differ in specifics and emphasis. Any rules thatsrosadoptmustbereviewedand,insomecases,approvedbythesec, which has ultimate authority over them. Examples of SROs include national exchanges (such as the NYSE, Chicago Climate Exchange, Nasdaq Stock Market), and national securities associations (the current one of which, the Financial Industry Regulatory Authority (FINRA) was created in 2007 as a result of a merger between the National Association of Securities Dealers (NASD) and the regulation, enforcement and arbitration functions of the NYSE). For municipal bonds, a specific SRO called the Municipal Securities Rulemaking Board is responsible for adopting investor protection rules governing brokerdealers and banks that underwrite, trade, and sell tax exemptbonds,collegesavingsplansandothertypesofmunicipalsecurities. In sum, the United States securities framework is tiered. The SEC oversees the SROs, which are required to enforce the federal securities laws. Generally the SROs havefirstlinesupervisoryresponsibility.however,inallcases,thesecretainsdirect authority over brokers and dealers. The states also have oversight over brokers and dealers in some cases (capital, books and records, margin), but they are preempted and must rely on the SEC rules. There is nonetheless fragmentation of oversight between the SEC and the banking supervisors as regards commercial banks dealing withsecurities.theglbactrepealedtheblanketexemptionbankshadenjoyedfrom thedefinitionofbroker,andreplaceditwithasetoflimitedexemptions.anysecurities activitiesthatfalloutsideoftheexceptionsmaynolongerbehandleddirectlyinthe bank, but rather must be pushed out into a SECsupervised securities affiliate of the bank. 7 U.S. securities laws and regulations are numerous, and were adopted mainly in reaction to catalytic events (1929 crash, 2001 Enron scandal) and the technological evolutionofmarkets(regnms).

Before that, policy makers were divided as to whether federal regulation was needed for securities, some states argued that inconsistency and limitations in state laws left investors vulnerable while others took the view that federal regulation would curb the development of the stock market. Only after the crash and the ensuing depression did the federal view prevail. First federal text to regulate securities; it regulates new offering of securities and prohibits fraud. It pursues a disclosure-based approach to regulation (companies must disclose material information related to their business and finances before issuing securities) with a view that fair disclosure creates a level-playing field for investors. This contrasts with earlier state laws which could prohibit the sale of investment products on the basis of merit. It creates the SEC, regulates the buying and trading of existing securities and makes insider trading a crime Maloney Act It amends the 1934 Securities Exchange Act by authorizing the creation and registration of national securities associations which would supervise their members under the oversight of the SEC. It led to the creation of the NASD in Investment Companies Act 1940 Act 1940 Investment Advisers Act 1956 Uniform Securities Act USA It extends the fair disclosure requirement to mutual funds and investment unit trusts: they are required to publish information on their finances, fee structure, and investment policies. The EU counterpart of this act would be the Undertaking for Collective Investments in Transferable Securities (UCITS) Directives. It requires persons or firms that receive a fee for securities advice to register as investment advisers. It sets uniform standards for the registration of securities, broker-dealers and investments advisers, in line with federal laws. States are not required to pass the Act although 40 have adopted some version of it Bank Secrecy Act It establishes the U.S. anti-money laundering regime 1996 National Securities Market Improvement Act 1998 Regulation ATS Reg ATS 1999 Gramm-Leach- Bliley Act or Financial Modernization Act, GLB Act 2002 Sarbanes-Oxley Act Sarbanes-Oxley 2005 Regulation NMS Reg NMS First federal law to limit states powers to regulate securities. Despite the Uniform Securities Act, duplication agencies efforts and inconsistencies remained a major problem. The Act excludes from state registration securities such as exchange-listed securities and mutual funds shares. It regulates Alternative Trading Systems, and requires them to register as either exchanges or broker-dealers. It repeals part of the Glass-Steagall Act of 1933 and allows commercial banks, investment banks, securities firms and investment companies to consolidate. It also repeals the blanket exemption banks had enjoyed from the registration as broker-dealer if they provided securities services, and replaced it by a set of limited exemptions. It mandates new corporate governance and accounting requirements for public companies, in response to several corporate scandals. Promulgated by the SEC, it is designed to strengthen the national market system for equity securities created in 1975 (common structure to settle equity transactions in real time) in response to technological changes. It consists of four different rules: - Order Protection Rule (also known as trade-through rule ) requires trading centres to establish and enforce written policies designed to prevent the execution of trades at prices inferior to protected quotations displayed by automated trading centres. - Access Rule requires fair and non-discriminatory access to quotations, establishes a limit on access fees to harmonize the pricing of quotations across different trading centers, and require each national securities exchange and association to adopt and enforce rules that prohibit their members from displaying quotations that lock or cross automated quotations. - Sub-Penny Rule prohibits market participants from accepting, ranking, or displaying orders, quotations, or indications of interest in a pricing increment smaller than a penny, except for orders priced at less than $1.00 per share. - Market Data Rules update the requirements for consolidating, distributing, and displaying market information. FINRA sdisciplinaryactionissubjecttoappealtothesec(section19(d)(2)ofthe1934 SecuritiesExchangeAct). The tiered supervisory structure may result in regulatory overlaps in some instances. For example on margin requirements, the initial requirement for buying securitiesinamarginaccountissetbytheboardofgovernorsofthefederalreserve System,butoncetheinvestorbuysonmargin,theongoingmarginrequirementsare setbyfinra,andtheinvestor sbrokeragefirm.theredonotseemtobeoverlapin the MiFID regulations since the national supervisors are primarily responsible for oversight and enforcement, but there is a risk of differing interpretations from supervisors. This is well identified and CESR has been tasked with harmonizing nationalsupervisors implementationofmifid.
