2 10 TAX-WISE STRATEGIES 1. Make tax-deferred investments Take full advantage of tax-deferred investment opportunities, such as an employer-sponsored retirement plan like a 401(k) plan or an IRA, particularly if you expect to be in a lower tax bracket when you retire. If it is right for you, consider converting your traditional IRA into a Roth IRA to continue tax-deferred growth. (Note: If you have reached age , you must take your required minimum distribution before you convert.) There are no required minimum distributions imposed on Roth IRAs, which means your assets can continue to grow tax deferred and potentially tax free until the owner s death. You can also continue making contributions into a Roth IRA as long as you have earned income and certain income limitations are met. Please note, however, that when you convert from a traditional IRA to a Roth IRA, the conversion amount is fully taxable in the year the conversion is made. The solution may be to convert only a portion of your IRA each year. Consider tax-exempt municipal bond funds For those in higher tax brackets (25% and up in 2004), investing in a municipal bond fund may pay off at tax time. Most dividends from municipal funds are federally tax exempt. In most cases, they re also exempt from state taxes for investors living in the issuing state. (Many states tax the dividends of municipal bonds issued in other states.) You are required to report municipal bond fund dividends on your federal tax return even though they are exempt from federal income tax (see instructions on Form 1040, line 8b). Earnings from tax-exempt bond funds may impact the taxation of Social Security benefits, and may have alternative minimum tax consequences. 3. Avoid dividends on new investments Delay late-year mutual fund investments until after the fund s ex-dividend date. Otherwise, the most recently declared dividend will be credited and taxable to you. In effect, part of the money you invested will be returned to you immediately as taxable income. 4. Invest in a tax-efficient fund These funds generally hold on to stocks long enough to qualify for the more favorable capital gains tax rates. They tend to have lower-than-average turnover (buying and selling of stocks) in their portfolio, which may result in less taxable distributions to investors.* *Risks of investing in tax-managed funds include the limited ability to generate tax losses in rising markets, unavoidable increases in dividend yield in falling markets, changes in tax laws that may limit the effectiveness of some strategies, and excessive shareholder redemptions resulting in capital gains.

3 5. Manage losses strategically Capital losses are fully deductible against capital gains. Remaining losses can offset only a maximum of $3,000 of ordinary income (salary, dividends, and interest) a year. Capital losses above $3,000 can be carried forward to future years. You should generally try to hold on to your investments for at least one year to qualify for the lower capital gains tax rates. For assets acquired after December 31, 2000, and held for at least five years, the capital gains tax rate is even lower. For individuals in the 15% or lower tax bracket, the five-year period also applies to assets acquired before Consider opening a Section 529 college savings plan Section 529 plans are qualified tuition programs that receive special tax treatment. These plans are specifically designed to help families of any income level save for higher education expenses. Any earnings on the money you invest in a 529 account will grow tax free, and qualified withdrawals are completely federal tax free. When you withdraw funds to pay for qualified higher education expenses, there is no federal tax on the contribution or earnings portion of your withdrawal. Depending on the state, the earnings portion of these withdrawals may or may not be subject to state tax. Note: Under the current tax law, tax-free treatment of disbursements will expire after 2010, unless Congress acts to extend this benefit.** TAXABLE VERSUS TAX-EXEMPT YIELDS (2004) Equivalent Taxable Yield for a Tax Rate of: Tax Exempt 25% 28% 33% 35% 4.0% This table shows how the yield on a tax-exempt municipal bond compares with the yield on a fully taxable investment in your tax bracket. (State taxes are not considered in this table.) TAX-EXEMPT BOND FUNDS CAN GENERATE TAXABLE GAINS Capital gains distributions from tax-exempt bond funds are generally treated the same as distributions from a regular mutual fund. As a result, any capital gains generated by the fund (which occur when the fund sells bonds in its portfolio) are subject to tax. Only the exempt interest dividends are not subject to federal income tax. Any gains you realize on the sale of shares in a tax-exempt bond fund are also subject to tax. **For withdrawals not used to pay for qualified higher education expenses, earnings are subject to income taxes at the account owner's rate plus a 10% federal income tax penalty.

4 7. Avoid short-term tax rates on long-term holdings If you plan to redeem mutual fund shares that have gone up in value, do so before any upcoming dividend payment. If you ve owned the shares long enough, you ll pay tax on your gains at the more favorable longterm capital gains rate and avoid paying tax on the dividends at the higher ordinary tax rates. DEDUCT TO THE MAX You probably know you can reduce your taxable income by taking deductions for such items as property taxes, state and local income taxes, mortgage interest and some financing costs (or points), medical expenses that exceed 7.5% of your adjusted gross income, and charitable contributions. Here are some often overlooked deductions: Home equity loan interest (up to certain limits) Unreimbursed employee business expenses Education expenses Home office expenses Job search expenses Depreciation of home computer if used for business purposes Tax preparation fees Gambling losses up to the amount of winnings Investment fees and expenses Union dues and expenses This list is by no means complete. See your tax adviser to determine your eligibility for these and other deductions. 8. Save on state and local taxes by investing in U.S. obligations Interest earned on federal obligations, such as U.S. Treasury bond funds, is subject to federal income tax, but is generally exempt from state and local taxes. This type of investment may be right for you if you live in a high-tax state. 9. Avoid dividend income on long-term holdings If you plan to redeem mutual fund shares, do so before any upcoming dividend payment. Even with the same low tax rate for capital gains and qualified dividends, there may still be benefits to getting capital gain treatment on the sale. First, while qualified dividends may be eligible for the new lower tax rate. In addition, if you have a capital gain on the sale of shares, you may be able to reduce the amount of taxable capital gain by offsetting it with capital losses. Qualified dividends cannot be reduced for losses. 10. Look for available tax credits Deductions lower your taxable income, but tax credits are even better since they offset income taxes dollar for dollar. You may be eligible for the Hope Scholarship Credit and Lifetime Learning Credit, which are education-related tax breaks. You may also be able to claim a credit for your child s dependent care expenses. Other credits include the credit for excess Social Security withholding, the child tax credit, and foreign tax credits.
