Then, a more general formulaion of he above scaling properies allows o exend he model o he afernoon rading session. We finally ouline an applicaion in which condiioned forecasing is used o implemen a rend-following rading sraegy capable of exploiing linear correlaions presen in he S&P daase and absen in he model. Trading signals are model-based and no derived from charis crieria. In-sample and ou-of-sample ess indicae ha he model-based rading sraegy performs beer han a benchmark one esablished on an asymmeric GARCH process, and show he exisence of small arbirage opporuniies. We remark ha in he absence of linear correlaions he rading profi would vanish and discuss why he rading sraegy is poenially ineresing o hedge volailiy risk for S&P index-based producs. keywords: Anomalous scaling; Memory; Inraday reurns; Inraday sraegy. I. INTRODUCTION Recen sudies of high frequency HF) daa for foreign exchange FX) raes [5, 7, ] regarded he many daily realizaions of asse reurns as consiuing a saisical ensemble of hisories. The single HF ime series from which such ensembles can be exraced are known o presen clear periodic paerns, wih period of one day [see for insance 3,, 4]. For example, in he EUR/USD case, he volailiy over successive 0 minues inervals monoonically increases or decreases during specific ime windows wihin he day. This behaviour is observed by averaging he volailiy on boh a daily and a weakly basis. The idea in Baldovin e al. [5], Bassler e al. [7] is o endogenize he periodic, nearly deerminisic behavior of he EUR/USD exchange rae HF volailiy ino a ime inhomogeneous sochasic process for he evoluion of he asse. The analysis of he ensemble of daily hisories produced by such a process reveals also a peculiar form of scaling obeyed by he probabiliy densiy funcions PDF) of he reurns, once hey are aggregaed over inervals of variable span wihin a fixed inraday window [see also 7]. We recall ha he scaling symmery is a relaion linking he marginal PDF of a sochasic process wih he duraion of sampling or observaion inerval. In he simples case of ime inervals saring a he beginning of he daily window, he scaling propery observed for EUR/USD exchange rae implies ha he PDF pr,τ) for a reurn r over an inerval of widh τ, once muliplied by a facor τ D, yields a specific funcion of r/τ D : pr,τ) = τ D g r τ D ), ) where g is he scaling funcion, and D is a suiable scaling exponen. This form leads o pr/λ D,τ/λ) = λ D pr,τ), for arbirary rescaling λ of he inerval ime-span τ, and means ha he PDF of he reurns has a known srucure, independenly from he duraion of aggregaion inervals. A process wih such a propery is hus called self-similar. Whenever he reurns of a given asse saisfy Eq. ), a power-law) decrease wih ime τ in he volailiy is associaed o D < /, whereas power-law) volailiy increases are relaed o D > /. However, self similariy conains more informaion han his. A a firs level, i fixes he disribuion and he behavior of all he momens of he aggregaed reurns, and his opens for insance he possibiliy of uncondiioned predicions associaed o he quanile funcion of Where a saisical ensemble is a collecion of elemens, such as a collecion of realizaions of a sochasic process, wih given saisical properies. In he cied conribuions, each daily HF daase consiues a single elemen of he ensemble. Furhermore, each elemen of he ensemble is assumed o be a realizaion of he same underlying sochasic process. The properies of he process a a given ime wihin he day are esimaed on he basis of ensemble saisics, i.e. by averaging over all available daily realizaions.

2 hese disribuions. More deeply, we will see in wha follows ha i also permis he consrucion of a mulivariae PDF for modeling he underlying process. This in urn enables condiioned forecasing. The HF scaling symmery) addressed in Refs. [5, 7] has specific ineresing aspecs: g is non-gaussian and, for he firs hoursofhe morningrading, D islowerhan /. Onhe basisofhe sabiliy ofhe Gaussiandensiy under ime aggregaion, one would expec D = / and a Gaussian g for independen reurns. On he oher hand, sliding-window empirical analyisis of he reurns disribuion of single hisorical ime series reveals a non-gaussian scaling bu wih D /. The deviaion from Gaussianiy is an anomalous scaling feaure generally ascribed o long range dependence as revealed, e.g., by he presence of volailiy clusering and heeroskedasiciy wih persisen behaviours). However, forsingleime-seriesanalysisofefficienmarkeshisoricaldaaonesillhasd /[6,]. InheHFEUR/USDcase menioned above, besides non-gaussianiy he srong deviaion of D from / emphasizes he anomalous characer of he scaling and implies he ime-inhomogeneiy non-saionariy) of he reurns process. In paricular, in Baldovin e al. [5] his ime inhomogeneous scaling has been aribued o a non-markovian, srong dependence of he inraday reurns, as, e.g., manifesed by he analysis of he ensemble-averaged volailiy auocorrelaion funcion. This srong dependence amouns o an effecive volailiy clusering phenomenon, parially hidden by he fac ha he average 0-minues volailiy reduces in ime when D < /. By imposing consisency wih he anomalous scaling of he aggregaed reurn PDF, a maringale model has been hen inroduced for generaing he hisories in he ensemble. Wihin his model, he PDF of each reurn reains memory of he previous ones. Once properly calibraed, he model replicaes very well he non-linear saisical properies of he empirical HF ensemble in he case of EUR/USD daa. In paricular, i is able o reproduce he paerns observed for he auocorrelaions of absolue reurns and squared reurns obained from he HF daa. In he presen work we apply and exend he non-markovian model inroduced in Baldovin e al.[5] o he descripion of he HF daa of a differen financial asse, namely he S&P 500 index. A firs goal is o show ha he model is able o replicae he maringale morning feaures of an asse differen from FX exchange raes. We will hen exend our approach o include he descripion of he firs par of he afernoon rading, up o 6:00 p.m., where a differen, increasing, power-law behaviour of he volailiy can be associaed o a more complicaed scaling simmery han he one repored in Eq. ). In order o ouline a pracical applicaion of he above sochasic modeling, we will finally devise a rading sraegy buil on he uncondiioned and condiioned quanile funcions prediced by he model. We will show ha he proposed rading sraegy exposes small arbirage opporuniies relaed o linear correlaions presen in he S&P daase albei by consrucion absen in our maringale model. We also compue densiy forecass using a simpler and more sandard GARCH maringale process [8, ]; namely, he asymmeric GJR model [3]. The densiy forecass obained from our model and hose of he GARCH benchmark are used o define price bounds whose violaion gives a rading signal. The bounds migh be inerpreed as prediced suppors and resisances, or hey could be read as a simulaed price range wih a given confidence inerval. Our rading approach is a rend following proocol which hus belongs o he large plehora of Technical Analysis-based mehods whose performances have been sudied by differen auhors [8 0, among ohers]. However, he indicaors used here o derive he rading signals are model-based and no derived from a pure charis approach. In-sample and ou-of-sample ess demonsrae he exisence of rading opporuniies, leading, anyhow, o relaively small average margins of profi. As a maer of fac, hose profis vary over ime, reaching ineresing values in specific periods and always beaing he average profis based on he GARCH model forecass. The paper proceeds as follow. In subsecion. we briefly describe he daa used wihin his sudy, while Secion is devoed o he presenaion of he model and o parameer calibraion. Secion 3 presens he version of he model suiable o describe a wider daily window of marke aciviy. Secion 4 deals wih he consrucion of densiy forecass, and Secion 5 describes he rading sraegy and repors he empirical resuls. Secion 6 concludes. A. Daa exracion In his work we focus on he S&P 500 index. We consider a daase ranging from Sepember 30h 985 o Ocober 9h 00. Afer excluding hose days for which he records are no complee e.g., for holidays or sock marke anicipaed closures), he whole daase includes M = 679 rading days. Because of daase limiaions, we exclude he firs and las half an hour of each daily rading session. Such a choice has a furher effec: he inra-daily periods wih highes volailiy, i.e. opening and closing, are excluded from he analysis. For each single day l l M), in he firs par of our analysis, we exrac he index values, s l), every 0 minues beween 0:00 a.m. when we se = 0) and 3:0 a.m. = 0), New York ime. The reasons o choose a 0 minues ime inerval will be made clearer in he following. Theempiricalreurnsofhe l-hdayarehusdefinedasr l) lns l) lns l) andareregardedasspecificrealizaions of sochasic variables R. Our firs ask is hus o idenify a proper analyical model for he join PDF of he reurns

3 { R, pr,r,...,r τ ), which correcly reproduces he saisics of he ensemble r l) } =,...,0 l=,...,m 3. Since we will assume a maringale sochasic modeling, we checked ha linear correlaion effecs among consecuive reurns are negligible o a reasonable{ approximaion }. In Secion 3 we exend he analysis up o 6:00 p.m. New York ime, our ensemble hence becomes. r l) =,...,36 l=,...,m II. THE MODEL In Basslere al. [7], Seemann e al. [] i has been suggesed ha HF financial ime-series for he FX exchangeraes offer he opporuniy o deal wih many realizaions of he same sochasic process every day. The se of daily hisories, resriced o suiable ime-windows, can hus be regarded as an ensemble for esing he saisical properies of he underlying process. In fac hese hisories are no compleely independen, because heeroskedasiciy and volailiy correlaions, if esimaed by ime averages along he whole ime series s from which he ensemble s l) is exraced, exceed he inraday range. However, for a large enough oal number of days M one can expec iner-day correlaions effecs o compensae, allowing for a reliable saisics of he posulaed ensemble. The general ideas a he basis of he mahemaical model adoped here o describe such an ensemble can be raced back in Refs. [5, 6]. Financial marke reurns in he HF ensemble relaive o he EUR/USD exchange rae are, o a firs approximaion, linearly uncorrelaed if aken over inervals of 0 minues or more. However, hey are also dependen, as shown, e.g., by he nonzero volailiy auocorrelaion funcion. As a simplifying assumpion, we also disregard he weak skewness of he reurns disribuion, whose inclusion in he modeling framework is lef o a fuure developmen. Based on hese evidences and on he exisence of ime inhomogeneous anomalous scaling properies see below), i has been proposed ha he join PDF s of hese reurns have he form of convex combinaions of he join PDF s of processes wih independen Gaussian incremens of differen, ime dependen widhs. This implies ha he scaling funcion g of he aggregaed reurn PDF is also a convex combinaion of Gaussians of variable widh [, 3], as ofen assumed in phenomenological sudies of anomalous scaling [see, e.g., 9]. The saring poin of our modeling is he assumpion of he validiy of he scaling symmery, Eq. ), for he aggregaed reurn over he ime scale τ, τ = R, wih a non-gaussian scaling funcion g and D < /. This assumpion is reasonably well verified in he morning window τ 0). Consisenly wih a power-law decay of he volailiy E[R] during he morning rading hours, an exac scaling symmery wih D < / also implies a power-law behavior for all he exising momens of he disribuion, according o E[ R + +R τ q ] = E[ R q ] τ q D. ) The main feaure of he ime-inhomogeneous model described in Baldovin e al. [5] is he consrucion of he mulivariae reurns PDF, pr,r,...,r τ ), 3 on he basis of he scaling symmery valid for he marginal PDF of he aggregaed reurns. Indeed, he join PDF for he reurns is reconsruced as ) τ exp r σ pr,r,...,r τ ) = dσρσ) a, 3) 0 πσ a where = a [ D ) D] /, 4) ρσ) 0 is a PDF for a mixure of Gaussian processes wih differen widhs σ [see, e.g., 0, 5], and he scaling funcion g is given by gr) = 0 r ρσ) e σ dσ. 5) πσ The mean empirical linear correlaion of 0-minue reurns is 0 l rl) r l) + = 0 ) l r l) ) l r l) + 3 For simplifying our noaions, we remove he sochasic variables subscrips o he PDF s symbols. Explici inclusion of he argumens hus discriminaes wheher for insace we are alking abou a single-poin marginal PDF, or abou a many-poin join PDF.

4 The coefficiens a deermine he ime-inhomogeneiy of he variables R, which is also manifes in a peculiar scaling form for is marginal PDF, pr ). Namely, pr ) = ) r g. 6) a Only for D = / he variables R become idenically disribued. See Refs. [6, 3] for addiional deails on he derivaion of he join PDF. The nex sep is he idenificaion of a proper paramerizaion for he scaling funcion g. As σ is a measure of volailiy, many possible modelings are available in he lieraure [see, e.g., 9, 6, ]. A convenien way of represening fa-ailed scaling funcions as hose revealed by empirical analyses in finance, wih he addiional benefi ha he inegraion over σ can be performed explicily, is by using an inverse-gamma densiy for σ. Wih his paricular choice ρσ) becomes ρσ) = α Γ α ) β α a σ α+e β σ, 7) where α > 0 and β > 0 are a form and a scale parameer, respecively, and Γ is he Euler s gamma funcion. The resuling scaling funcion is hen a Suden s -disribuion, gr) = Γα+ ) π Γ α ) β + r β ) α+. 8) This gr) has a power-law decay for large r wih exponen α +, whereas β simply ses he scale of is widh. Moreover, wih he choice in Eq. 7) for ρσ), we have ) ) q + α q Γ Γ β q E[ R + +R τ q ] = α τ π Γ ) qd. 9) 4 In his paper we discuss he applicaion of his model o he S&P 500 index, working wih a larger se of realizaions M = 679) wih respec o he EUR/USD daase used in Baldovin e al. [5]. We find ha he general feaures described in Ref. [5] also characerize he S&P 500 index wihin he morning ime window, and ha he model described above reproduces well hese feaures. In boh cases he volailiy a 0 minues inervals ends o decrease in he chosen window. In he Appendix we repor addiional elemens abou he small linear correlaions of reurns a he 0 minues ime-scale and he simulaneous presence of srong non-linear correlaions. In he nex Secion we repor insead he empirical evidence used o calibrae he hree parameers D, α, and β) for he morning rading session. A. Morning calibraion The scaling exponen D and he scaling funcion g play here a cenral role as hey deermine respecively he a i s and ρσ) appearing in he join PDF [Eq. 3)] of a given daily realizaion of he process. We adop a muli-sep calibraion procedure. A firs, we calibrae D, and hen we use D in order o obain a daa-collapse which allows idenifying α and β [hus ρσ) and g see Eqs. 7) and 5)]. A quaniaive way o calibrae D is offered by he analysis of he momens of R + +R τ, since in he presence of a simple scaling symmery he momens of he aggregaed reurns saisfy Eq. ), where only E[ R q ] dependens on g. The logarihm of Eq. ) gives hus a linear relaion vs q, wih slope equal o D. Calling qdq) he exponen empirically esimaed for he power law in Eq. ), in Fig. we plo he resuls of he linear regression, qdq) qd m, of he logarihm of he empirical momens as a funcion of τ r + +r τ q M M l= r l) + +rl) τ q 0 < q < ). 0) The resuling regression slope Dq) = D m 0.35, idenifies he value of D for he morning rading session and is consisen wih he anomalous scaling symmery [Eq. )] saisfied by he empirical S&P 500 daa. This value is very

This is probably due o he fac ha he 0-minues volailiy has a very similar decreasing rend in he window considered in he wo cases. I is imporan o poin ou ha we limi our scaling analysis o q because of an eviden muliscaling behaviour for q [see also 4]. Taking advanage of he knowledge of he morning) scaling exponen D m = 0.35, we now fix a relaion beween α and β, sill analyzing he momens of he aggregaed reurns. Thus, a leas squares fiing of r + +r τ using Eqs. ) wih q = and D = D m fixes E[ R ] Through Eq. 9), his gives, e.g., β as a funcion of α. Finally, we daa-collapse he empirical PDF of he aggregaed reurns R + +R τ and of he marginal reurns R, using Eq. ) wih τ =,,...,0 and Eq. 6) wih =,,...,0, respecively see Fig. ). A leas squares opimizaion of his daa-collapse wih Eq. 8) and β fixed as described above allow us o deermine α 3.9. In summary he in-sample) model calibraion for he morning rading session gives D = D m = 0.35, α = 3.9,

As explained below, his is done consisenly wih he empirical analysis of he afernoon daase. III. EXTENSION OF THE MODEL TO THE AFTERNOON TRADING SESSION For he purpose of exending our modeling, le us firs recas Eqs. 3) and 7) by performing he ransformaion σ σ/β: ) τ exp r pr,r,...,r τ ) = dσρ σ σ) a β, ) πσ a β 0 = ρ σ) = α Γ α ) σ α+e σ. ) Wihin his formulaion i is clearer he role of β as a scale parameer of he reurns variables. Fig. 3 shows ha, consisenly wih our modeling for he morning session, during he morning hours he empirical reurn volailiy r decreases. However, around = 0 3:0 New York ime) his rend is definiely invered. Wihin our approach, an uncondiioned power-law) volailiy increase can only be associaed wih a scaling exponen D > /. The simples way o exend our model is hus o keep he validiy of Eq. ) and generalize Eqs. 4) and ) by inroducing a ime dependence of he scaling exponen D D and of he scale parameer β β : pr,r,...,r τ ) = a [ D ) D] /, 3) 0 dσρ σ) τ = exp r σ a β πσ a β ). 4) Specifically, a naural choice which leaves unchanged all he morning feaures and inroduces he aforemenioned afernoon volailiy power law increase is { D m if ; D D a if 5) 36,

Explici inegraion over σ leads o τ pr,...,r τ ) = a β = ) Γ α+τ ) ) π τ Γ α [ + r a β ) ) ] α+τ rτ ) a τ β τ In he Appendix we show ha his scaling-inspired, maringale exension of he model well reproduces he non-linear correlaion srucure of empirical reurns, boh during he morning and he afernoon rading sessions. Wih his exension of he model, he scaling simmery akes he form: wih and = pr,τ) = λτ, ) g r λτ, ) ), 8) τ / { λτ, ) a β) βm τ Dm if τ ; = [ [ ]] β m ) Dm +βa τ D a / ) Da if τ 36,. 9) g r) = Γα+ ) π Γ α +r ) α+ ). 0) Clearly for τ, Eq. 8) reduces o Eq. ), aking ino accoun Eq. 9) and he fac ha gx) = β m g x β m ). In addiion, he marginal single-reurn disribuion preserves a scaling form which generalizes Eq. 6) ino pr ) = ) g r ) a β a β wih g r) given by Eq. 0). Fig. 4 shows he consisency of hese exended scaling laws wih he empirical evidence. Finally, Eq. 9) for he momens of he aggregaed reurns disribuion is now replaced by ) ) q + α q Γ Γ E[ R + +R τ q ] = α [λτ, π Γ ) )] q. ) A. Afernoon calibraion and ou-of-sample calibraion While D m, α, β m have been in-sample) calibraed as described in Secion., D a and β a remain o be idenified. We fix β a by imposing a maching condiion on he widh of he marginal PDF pr ). Namely, β a = β m [ ) Dm ) Dm ] / [ ) Da ) Da ] / 3) In his way, he only parameer which remains o calibrae is D a. Again we op for a leas squares fiing of r + +r τ for τ >, using Eqs. ) wih q =. The resul is D a.3 and hus β a Fig. 5 displays ha indeed our model well reproduces he empirical firs momen of he aggregaed reurns, boh in he morning and in he afernoon rading sessions. Summarizing our resuls for he in-sample calibraion, we have hus D m,d a,α,β m,β a ) = 0.35,.3,3.9,.5 0 3, ). However, we are ineresed in performing ou-of-sample analyses also. In such cases, saring from our 5-years daabase, we decided o use he firs 5 years of daa from 985 o 999) o idenify specific values for he parameers D m,d a,α,β m,β a ) o be used o realize he rading sraegy for he year 000. We hen repeaedly shifed year by year, always using he 5 previous years o calibrae he model, unil 00. So, e.g., we used he daa from 994 o 008 o fi he scaling funcion for he sraegy o be used for year 009. Fig. 6 shows he opimal parameer values used for he implemenaion of he ou-of-sample sraegies from 000 o 00. We observe ha D a is almos sable in he ou-of-sample evaluaion while D m ends o increase wih ime. Furhermore, he scale parameners β m and β a are quie sable while α decreases wih ime.

DENSITY FORECASTS AND TRADING SIGNALS The model proposed here is a maringale wih implici forecasing capabiliies of he asse s flucuaions. Assuming correc model specificaions and given he parameer values and he firs p daily reurns, he model deermines, under he maringale assumpion, he condiional PDF of he reurns a > p. Of course, his also gives he condiional PDF of any aggregaion of subsequen reurns wihin he validiy of he exended model. Using hese densiy forecass i is possible o consruc a rading sraegy. We consider in he following wo differen rading approaches: he firs makes use of he opening value on each day l of he raded asse a he beginning of he chosen ime-window, s l) 0, and hen bases he densiy forecass only on his value. We call i uncondiioned rading since no informaion coming

In he second approach, besides s l) 0, we use he informaion conained in he firs daily reurns up o p > 0) for he densiy forecass of he remaining par of he daily window. Wih boh rading approaches i is possible o exrac rading signals from densiy forecass: given a cerain value 0 < Q < /, if a a cerain ime wihin he inra-daily range under sudy he observed marke price is above below) he quanile funcion in Q Q) of he prediced price PDF we have a buy sell) signal. These signals are regarded as poenial warnings of he presence of a rend, which, alough absen in our sochasic modeling, affecs he real asses dynamics, as esified by he exisence of a small, non-vanishing empirical linear correlaions. Indeed, he rend-following rading sraegy oulined below gives close o zero profi if applied on hisories generaed numerically on he basis of our maringale model. A. Uncondiioned rading signals In his case, for each day l, we calculae he quanile funcion for he expeced price disribuion a ime, condiioned o he opening value s l) 0 only. Noe ha our approach, in compuing he densiy forecass, does no rely on specific previous-days informaion on he asse. I is assumed ha all he informaion conained in he pas observaions i is conained in he model parameers, namely D m,d a,α,β m,β a ). According o Eqs. 8) and 0), he PDF for he aggregaed reurn R + +R τ is given by: pr,τ) = Γα+ ) π Γ α ) λτ, ) [ + ) ] α+ r λτ,, 4) ) wih λτ, ) as in Eq. 9). The lower-bound values r min,τ Q) of he expeced aggregaed reurns for he value Q of he cumulaive disribuion are hen obained by numerically solving he equaion Q = rmin,τq) dr pr,τ) 5) wih respec o r min,τ Q). Due o he pariy of he scaling funcion gr), he corresponding upper-bound values r max,τ Q) are simply obained via sign flip: r max,τ Q) = r min,τ Q). The lower and upper expeced values, s min,τ Q) and s max,τ Q), respecively, of he asse price a ime τ can hen be easily calculaed. Indeed, given s l) 0, he asse price S τ is a monoonic funcion of he R s: S τ = s l) 0 e τ = R. 6)

Hence, he quanile funcion for S τ is direcly relaed o hose of R s, once he daily opening value is given. Noice ha in order o simplify our noaions, we have dropped he dependence of s min,τ Q) and s max,τ Q) on he rading day. Summarizing, for every choice of Q wih 0 < Q < /, for every ime from o 36 wihin each rading day, wo price barriers are obained, s min,τ Q) and s max,τ Q). According o our maringale modeling, wih probabiliy Q he price a ime is placed beween hese values. For insance, in Fig. 7 he resuls of he in-sample analysis for he day Ocober 4h, 985, are shown. As deailed below, he comparison beween hese barrier values and he acual real marke price lead us o he definiion of a buy or sell acion which will be shown o be able of exploiing rends presen in he real daa. The empirical analysis considers boh in-sample and ou-of-sample cases. Noe ha he ensemble propery we consider lass from 0:00 a.m. o 6:00 p.m. As a consequence, we define a rading sraegy which operaes wihin his ime lapse. To avoid he impac of news arrivals in he close-o-open ime frame, he rading sraegy opens and closes posiions wihin he day. As shown in he inse, differen numbers of condiioning reurns are considered. B.ii: Close a shor posiion if s l) > s min, Q) & s l) < s min, Q) B.iii: Close long or shor posiions if hey are sill in place a marke closing. By consrucion, muliple rades are possible wihin volaile days. Differenly, in rending days, single operaions will ake place, while during sable days, no posiions will be aken. The quanile funcions buil wih our model assume he absence of linear correlaions and hen, if posiive linear correlaions exis, on average, an open rade will las more han expeced and he probabiliy of a posiive profi will be slighly greaer han he probabiliy of a negaive profi. In he ligh of hese consideraions and of our model assumpions, he choice of he 0-minues ime inerval can be now beer explained. Indeed, i is a compromise beween he need of a fine definiion of he price rajecory for an efficien applicaion of he sraegy) and he need of having small enough linear correlaions nowihsanding he presence of non-linear correlaions for a good accordance wih he characerisics of he model). Furhermore, we noiced ha considering a one-minue ime inervals resuls in poorer performances of he rading sraegy, likely because wih such a shor inervals he rades have a shorer life and hus smaller average profi. Our purpose is o monior he performances of he rading sraegy defined above. Therefore, we simulae he ime evoluion of a rader using our sraegy and having an iniial cash amoun equal o million. Given he previous remarks abou he validiy of he ensemble properies and heir link wih he rading sraegy, a he beginning of he day and a marke closing he simulaed porfolio is enirely composed by cash. Furhermore, in order o avoid losses larger han he porfolio value when implemening shor posiions, we limi he invesmen value o 90% of he overall porfolio value 5. For symmery, we apply he same rule also for long posiions. As a resul, when rades are creaed, 0% of he porfolio remains in cash. Once a signal is observed, he rade is execued a he price s l). As menioned above, hree differen quanile levels will be considered: 5%, 0%, 5%, and we simulae boh uncondiioned and condiioned quaniles for all hese hree levels. Specifically, we calculae price barriers using he 5 We do no ake ino accoun he margins generally required when creaing shor posiion. We moivae his choice by he need of evaluaing he sraegy abiliies on boh long and shor rades wihou penalizing shor posiions, as would be he case when margins larger han 0% would be required. Furhermore, given ha he rades will las a maximum for 5 hours and 50 minues from 0:0 o 6:00 p.m.), we believe ha an implici margin of 0% will be sufficien.

Higher numbers of iniial condiioning poins are no used for wo main reasons: firs, heir inroducion resuls in poorer performances compared o hose observed wih up o 9 condiioning poins; second, he number of observaions wihin he day is limied o 36 and we prefer no o reduce oo much he ime frame available for rading aciviy. A. In-sample resuls We firs analyse he rading sraegy in-sample, in order o evaluae is abiliies in erms of yearly profis and average reurn by rade in basis poins). A his sage, we also verify he impac of he differen number of condiioning reurns. Table I) repors he average reurn of he rades generaed by he sraegy during he period from Ocober 985 o Ocober 00. Profis are indicaed as average basis poins per rade, and disinguishing also beween long and shor rades. This allows o verify if he sraegy beer idenifies signals in a specific direcion. Two elemens clearly appear. The firs one is ha he profi decreases wih decreasing quanile values, as if sronger signals provide smaller performances irrespecive of he rade sign. We explain such an unexpeced resul by he fac ha he linear correlaions are so small ha he effeciveness of he rading sraegy is decreased when he quanile barriers become seeper. The second relevan commen refers o he relaion beween average profi and condiioning informaion. We observe ha condiioning he price barriers o he firs reurns of he day increases he profi. This is somewha expeced as during he firs par of he day he model adaps is behaviour o he mos recen daa, and i provides herefore a beer fi o he ensemble propery wihin he remaining par of he day. Again, such a resul holds independenly of he rade sign. Regarding he number of condiioning values, we noe ha he relaion beween condiioning poins and profis is no monoonic, and has a maximum beween one and six condiioning poins. As a consequence of his resul and of he previous one abou he quanile/profi relaion, he ou-of-sample analyses discussed in he nex secion have been performed wih hree condiioning poins, which is he value wih maximum profi for he 5% and 5% quaniles. Table I) repors jus he average rade reurns. However, we also analysed he disribuion and he momens of he rade reurns. The resuls no repored and availbale upon reques) show ha he disribuion of rade reurns is highly lepokuric and righ skewed asymmery is posiive and, on average, larger han 3). Table II) repors he same quaniies as Table I), bu by year we drop 985 and 00 where only par of he year was available). In general, he use of a 5% quanile provides he higher average profi. Furhermore, we observe ha he various rading sraegies are concordan in showing negaive values in he range , where he marke was clearly upward rending and in a low volailiy phase. This is an expeced oucome, since he model deecs violaions which are associaed wih high price flucuaions. The larges profis are locaed during 986 and 987, in a high volailiy period. Overall, he average profi per rade is relaively small, and occasionally even negaive. On

Besides he impac of quanile level and number of condiioning reurns, a hird elemen is of ineres: he number and ype of rades creaed by he sraegy in a given ime inerval. Table III) repors several elemens for he mos recen years. The firs column jus repeas he conen of Table II), while he following ones separaely consider Long and Shor rades disinguishing beween rue and false signals. We call rue a rading signal which really provides a posiive rade profi. As previously menioned, he exisence of false signals is also influenced by he discreeness of our daase and he raio rue-o-false signals migh no be opimal. In ligh of his commen, he presence of subsanial posiive profis despie he relaively small number of rue signals [see he las wo columns of Table III)] should be considered as a posiive, poenially ineresing oucome of he sraegy. A furher elemen supporing he sraegy is he average profi of rades originaed by rue signals. Boh for long and shor rades, hese average profis are sensibly larger, peaking a more han 50 basis poins noe ha rades are creaed wihin he day). On he conrary, false signals lead o rades wih small losses compared o he gains), even if hese losses are larger during volaile marke phases as in 008 and 009 boh for long and shor rades). The number of rades is much larger when using 5% quaniles compared o 5% quaniles; while here are small differences beween he use of Condiioned and Uncondiioned quaniles. Long and shor rades are almos numerically equivalen boh in rending and volaile marke phases. As naurally expeced, he number of rades increases during volaile periods, irrespecively of he sign. Finally, also he number of relaively few rue signals does no depend on he rade sign. In summary, Table III) shows evidence of some poenial ineres in he proposed sraegy, since he average profi for rue signals is quie elevae in paricular compared o he overall average profi). While he previous ables where focusing on he average reurn over single rades, Table IV) focuses on he overall profi of he sraegy over single years assuming a saring cash amoun of million). The reurns are repored in percenages, and show evidence of posiive performances in mos periods. Comparing firs he Condiioned versus Uncondiioned quaniles, we observe ha condiioned modeling is clearly beer: he associaed reurns are higher

Finally, if we compare he performances of he rading sraegy 5% quaniles) o ha of he underlying equiy index [see he las wo columns of Table IV)], we noe a relevan posiive resul: when he marke is experiencing high volailiy, our sraegy provides posiive reurns wih a volailiy smaller han ha of he marke, and his is paricularly eviden when he marke has yearly negaive reurns; on he conrary, when he marke is in a low volailiy period, our sraegy has in some cases small or negaive reurns. In general, he rading sraegy has always a volailiy smaller han ha of he marke. This finding suggess ha i could be used o hedge he marke volailiy, since i provides posiive reurns in case of high marke volailiy, and wih smaller risk. This is furher confirmed by he correlaion beween marke and our sraegy reurns and beween marke and our sraegy sandard deviaion [see he las row of Table IV)]: posiive and very high correlaion in he case of sandard deviaions, and low negaive correlaion for reurns. In his evaluaion, we compare our model o a more radiional approach, based on GARCH processes [8, ]. Shifing from he poin of view of ensembles o ha of financial ime series, several elemens characerizing high frequency daa have o be considered. In paricular, he periodic behaviour of he inra-daily volailiy has o be aken ino accoun [3, 4, among ohers]. To capure hese elemens, ogeher wih variance asymmery, we consider as a compeing model an asymmeric GARCH, he GJR [3] wih a periodic deerminisic variance componen. Our choice is moivaed by he relaive simpliciy of he compeior, a kind of benchmark, and by he possibiliy of easily generaing from his model densiy forecass a a given quanile under a disribuional assumpion for he model innovaions. The compeing model is given as follow: he empirical reurns on a 0-minue ime scale are represened as: r l) = m l) ǫ l), where idenifies he 0-minue period wihin day l wih a range which is now =,,...T T = 36 for our daase), m l) is a deerminisic periodic funcion, and ǫ l) is he sochasic componen; his model implies ha reurns are generaed as R l) = N 0,m l) V ǫ ), where Nµ,σ) indicaes a Gaussian random variable of mean µ and variance σ, and V ǫ is he sochasic) variance of he random componen; m l) is a periodic deerminisic variance modeled similarly o Andersen and Bollerslev [4], bu using dummy variables insead of harmonics; we migh represen reurns as ln[r l) ) ] = ln[m l) ) ]+ln[ε l) ) ], 3)

Under he disribuional hypohesis, he needed quaniles are hen deermined and used as an alernaive inpu for he idenificaion of he rading signals. In Table V) we repor he ou-of-sample average profi per rade, using he Uncondiioned and Condiioned rading sraegies as well as he one based on he GJR model. As menioned earlier, he ou-of-sample evaluaion focuses only in he range 000 o 00, since he period is used o calibrae he models. Resuls for our model are similar o in-sample oucomes, wih condiioned modeling providing beer resuls. Boh Condiioned and Uncondiioned model specificaions have performances largely beer han he GJR model. The only case in which he condiioned variance model have performances comparable o our approach is over long rades and for quaniles equal o 5% and 0%. Even in he ou-of-sample case we analyse he rade reurns disribuion, in paricular conrasing our model s resuls o he GJR reurns. We noe ha he reurns disribuion from he GJR model is characerised by smaller levels of boh kurosis and skewness compared o our model s resuls. We noe ha also he GJR reurns disribuion is righ skewed resuls are available upon requess). The differences among he sraegies appear more clearly in Table VI), which conains annual reurns of he simulaed porfolios. On he conrary, when he volailiy is lower, here is no a clear preference across he models GJR included). In addiion, he las row of Table VI) repors he correlaions beween marke and sraegies reurns and beween marke and sraegies sandard deviaions: resuls confirm he previous in-sample findings for our sraegies, while for he GJR we have a lower correlaion in he sandard deviaions and a posiive correlaion beween he sraegy reurns and he marke reurns. Overall, he resuls sugges he exisence of some rading opporuniies wih respec o he ime series and sample size used. Furhermore, hey show how he combinaion of advanced saisical mehodologies could be used for he developmen of rading rules or rading schemes which have a large resemblance wih hose commonly used in echnical analysis.

CONCLUDING REMARKS In his sudy we verified ha one can model he daily, high frequency dynamics of he S&P index on he basis of he scaling properies of he aggregaed reurns. The resuling maringale descripion generaes hisories whose saisical properies are consisen wih hose of he ensemble of daily hisories on which he model has been calibraed. In he version of he model developed in his work he scaling propery has been generalized wih respec o previous formulaions for FX raes reurns [5], o describe he dynamics in a daily window of index evoluion encopassing he whole rading session, and wih he average volailiy varying in a non-monoonous way. The maringale characer of he model implies sricly zero linear correlaion beween elemenary reurns. This condiion is only approximaely verified wihin he daase. Empirical esimaions indeed show ha he linear correlaion is small, bu nonzero, and changes sign as a funcion of ime see Fig. 9). On he oher hand, we verified ha our maringale model reproduces very well he more subsanial nonlinear correlaions. The presence of hese linear correlaions suggess ha he posulaed daily process could presen rends which, alhough difficul o model, may be exploied by appropriae rading sraegies. Our choice has been hen o use he maringale forecas capabiliy of our model o define a rend-following sraegy which reveals he presence of rends in he daa in erms of a nonzero average profi. Besides he poenial applicaive ineres on which we commen below, his resul calls aenion abou he relevance ha some apparenly minor empirical feaures of he dynamics may have. In our case such a feaure is a no sric saisfacion of he maringale characer of he asse s dynamics, a

19 propery which is ofen assumed in heoreical modeling. Performing boh in-sample and ou-of-sample analyses we demonsraed how he scaling properies of he sochasic process can be used o derive long-erm inraday) densiy forecass. In urns, hese densiy forecass can be used o define rading signals and o implemen an inra-day rading sraegy which exposes a small arbirage opporuniy. By comparing he rading oucomes o hose obained from a sandard GARCH model, namely, he GJR [3], we showed beer performances for he rading sraegy based on he proposed model. The average rade profi is limied over he enire ime span, even hough local levels migh be higher. Furher sudies aiming a improving he rading sraegy and he empirical applicaion of he model are hus required and under developmen. Summarizing our findings, we can say ha he proposed model has some poenial for he developmen of rading sraegies aimed a hedging he volailiy risk, since heir performances are posiive during high marke volailiy, and characerized by a lower risk compared o he marke index. Signals exraced from he model could also be considered as confirmaory signals for oher sraegies working wih high frequency daa, or could be used o deec relevan marke movemens. In his empirical example we do no consider several elemens ha could have an impac on he rading sraegy profis. We moivae his by he need of evaluaing he model in comparison o a simple benchmark. Across he elemens we did no include, we have he rading coss. Once hose are inroduced, he profis repored in he previous ables would be sensibly reduced. However, he rading sraegy we implemen is based on a fixed frequency daabase, using a 0-minue inerval. This has a relevan impac on he rading oucomes. In fac, if a quanile violaion is observed a ime, we execue he rade wih he price observed a his same poin in ime. However, he violaion could have aken place in any insan in he en minues before. A rader using our approach would produce quaniles o be used for each period of 0 minues, bu would immediaely deec he violaion, and operae in he marke soon afer i assuming she/he fully russ he signal). On he conrary, working wih a fixed ime span of 0 minues, we lose par of he poenially relevan conen of he signal, since he price a ime migh be significanly differen from he real price observed a he rade execuion jus afer he violaion occurred. Anoher elemen no included in our rading example is he remuneraion of he bank accoun. In addiion, overnigh liquidiy operaions could be inroduced given ha he porfolio is enirely ino cash from 6:00 p.m. of day up o 0:09 a.m. of day +. Finally, we noe ha even he rading sraegy could be improved, for insance inroducing sop-loss and ake-profi bounds on he implemened orders. 9 Acknowledgmens We hank M. Zamparo for useful discussions.
